Economic downturns are a bigger threat to the stability of smaller firms, since they don’t have the same access to capital that larger companies enjoy. And with many small-cap companies focused on the U.S. market, their earnings also tend to be more sensitive tochanges in the domestic economic landscape.</p>\n<p>In recent days, investors have been repositioning away from cyclical stocksafter the group’s long winning streak, and small-caps have been no exception. While it is anybody’s guess when this pullback will end, small-cap stocks are looking increasingly attractive to some analysts as a result.</p>\n<p>“We prefer small-caps for the year as a whole, would ride out any short-term underperformance,” Lori Calvasina, chief U.S. equity strategist of RBC Capital Markets, wrote in a Wednesday note.</p>\n<p>Currently, the average market value for theRussell 1000index—which consists of large and smaller capitalization stocks—is about $39 billion. That’s 23 times as large as the average market cap on the Russell 2000, according to RBC data. That metric’s historical average, dating back to 2000, is 21 times. The wider gap between the average market cap suggests that small-caps have more outperformance versus large-caps ahead, especially as they ride earnings momentum from a U.S. economic recovery.</p>\n<p>The Russell 2000’s technical indicators also point to strength ahead for smaller names. The index dipped below its 50-day moving average on Tuesday, and it “has seen many of its best rallies start after such an occurrence,” wrote Frank Cappelleri, chief market technician at Instinet in a note.</p>\n<p>Within small-caps, value stocks might be the best subset for buying the dip. Value-oriented companies are typically more mature companies, so their earnings can be more sensitive to changes in the economy than those of fast-growing companies capitalizing on new industry trends.</p>\n<p>Oil producerDiamondback Energy(ticker: FANG), which has a market capitalization of $13 billion, is a good example of the opportunity in small-cap value. Its shares have fallen about 15% from the 2021 high hit earlier this month. The stock trades at 9 times forward earnings, a steep discount to the Russell 2000 Value index’s 21.5 times.</p>\n<p>Diamondback stock has been about a third more volatile than the broader market, according to FactSet. That means any gains for larger value names could translate to even more upside to smaller value names like Diamondback. That’s especially true if the price of crude oil can get back to $65 a barrel from the current level of $60. In addition, the company’s earnings are expected to more than double this year, and are forecast to grow almost 30% in 2022, according to FactSet. The stock, however, barely reflects such the earnings momentum ahead: It still trades at less than half the forward earnings multiple it has averaged in the past five years.</p>\n<p>In order for the broader group of small-cap stocks to regain momentum, however, their valuations have to be tolerable, too. Lawmakers included the programs designed to bolster U.S. manufacturing, research, and development in the National Defense Authorization Act for fiscal 2021, which became law in January, but didn’t provide funding for those initiatives.</p><p>According to J.P. Morgan chip analyst Harlan Sur, it’s likely that funding for those programs may be included in President Joe Biden ‘s infrastructure bill, one of the next priorities for the administration. Sur expects the “Build Back Better” infrastructure plan to pass in the first half of the year, resulting in funding starting in the second half of 2021.</p><p>Sur’s team estimated the incentives and subsidies could total between $35 billion and $37 billion, with about $18 billion to $20 billion for domestic chip manufacturing and $15 billion to $17 billion for chip research and development.</p><p>Based on the current language in the National Defense Authorize Act, Sur wrote in a note published on Monday that he expects integrated device manufacturers based in the U.S. will likely be prioritized when it’s time to dole out funds and incentives.</p><p>Those would include manufacturers such as Intel(ticker: INTC),Micron Technology(MU),Texas Instruments(TXN),Analog Devices(ADI), and On Semiconductor(ON) are all likely to benefit, Sur wrote. Lawmakers included the programs designed to bolster U.S. manufacturing, research, and development in the National Defense Authorization Act for fiscal 2021, which became law in January, but didn’t provide funding for those initiatives.According to J.P. Morgan chip analyst Harlan Sur, it’s likely that funding for those programs may be included in President Joe Biden ‘s infrastructure bill, one of the next priorities for the administration. The 10-year yield reached as high as 1.62% earlier in this month before retreating.</p><p>The Nasdaq has been particularly hit by the sell-off in recent weeks and entered correction territory on Monday as investors swapped richly valued technology stocks with those of energy, mining and industrials companies that are poised to benefit more from an economic recovery.</p><p>The yield-sensitive group of Facebook Inc Apple Inc, Amazon.com Inc, Netflix Inc, Google-parent Alphabet Inc, Tesla Inc and Microsoft Corp was down between 1.7% and 4.4% in premarket trading.</p><p>Treasury yields climbed after Biden signed the $1.9 trillion coronavirus relief package into law on Thursday afternoon.</p><p>The plan will send direct payments of up to $1,400 to most Americans. Direct deposits will start hitting Americans’ bank accounts as soon as this weekend, White House press secretary Jen Psaki said Thursday.</p><p>In addition to announcing his plan to make Covid vaccines available to all adults aged 18 and above, Biden said in his first primetime address to the nation on Thursday evening, that Americans should hopefully be able to gather in small groups to celebrate the Fourth of July.</p><p>Yields were also higher after the number of weekly new jobless claims came in lower than expected on Thursday, totaling 712,000 for the week ended March 6, below the 725,000 estimate.</p><p>The 10-year yield has risen rapidly recently, shooting up from 1% since the end of January, amid concerns about rising inflation. These concerns have been compounded by fears that the U.S. government’s fiscal relief package, alongside the reopening of the economy, could stimulate it too quickly and cause a surge in prices.</p><p>On Friday, February’s producer price index is due out at 8:30 a.m. ET, while the University of Michigan’s consumer sentiment and inflation expectations data for March is expected to be released at 10 a.m. ET.</p><p>There are no auctions due to be held Friday.</p><p><b>Stocks making the biggest moves premarket</b></p><p>Ulta Beauty(ULTA) – Ulta Beauty announced that CEO Mary Dillon will step down in June to be replaced by company President David Kimbell. Dillon will move to the role of executive chairman. Separately, the cosmetics retailer beat estimates on the top and bottom lines for its latest quarter, but did cut its fiscal 2021 comparable sales outlook. Ulta lost 8.2% in premarket trading.</p><p>Poshmark(POSH) – Poshmark reported better-than-expected sales for its latest quarter, but the online retailer of secondhand goods issued a current-quarter forecast that was short of analyst estimates. Its stock tumbled 12.3% in premarket action.</p><p>Novavax(NVAX) – Novavax shares soared 16.5% premarket after the drug maker said its Covid-19 vaccine was effective at high levels against both the original strain of the virus as well as the U.K. variant.</p><p>DocuSign(DOCU) – DocuSign beat estimates by 15 cents with an adjusted quarterly profit of 37 cents per share, and the electronic signature company’s revenue was also above analysts’ forecasts. It also issued a better-than-expected outlook, but shares fell 4% in premarket trading.</p><p>Sanofi(SNY),Translate Bio(TBIO) – The drug makers began a human trial for their second Covid-19 vaccine project, following a delay in their first vaccine last year. This vaccine is based on messenger RNA technology, and the two companies expect interim study results in the third quarter. Translate Bio shares rose 5.1% premarket.</p><p>Alibaba(BABA) – Alibaba is facing a possibly record fine from China antitrust regulators, according to people with knowledge of the matter who spoke to the Wall Street Journal. The paper said the fine could exceed the $975 million that chipmaker Qualcomm paid in 2015, as regulators push Alibaba to disassociate itself from founder Jack Ma and to align itself more closely with the Communist Party. The e-commerce giant’s shares fell 2.1% in premarket action.</p><p>Netflix(NFLX) – Netflix is testing a new feature to limit password sharing, with some users receiving a request to confirm that they live in the same household as the account holder. Research firm Magid has estimated that about one-third of Netflix users share their passwords. Netflix was down 1.2% premarket.</p><p>Verizon(VZ) – Verizon launched a $25 billion debt sale to help fund its $45 billion purchase of wireless spectrum that will be used to expand next-generation 5G mobile service. MarketWatch reports demand was extremely strong for the sale, more than four times oversubscribed at one point.</p><p>Aegion(AEGN) – Aegion is the subject of a bidding contest betweenNew Mountain Capital(NMFC) andApollo Global(APO). Apollo has made a bid for the pipeline services company between $26 and $30 per share, according to a Bloomberg report, topping the deal Aegion struck with New Mountain last month for $26 per share. Aegion jumped 11.5% premarket, while Apollo rose 2.4%.</p><p>Buckle(BKE) – The fashion accessories retailer reported quarterly earnings of $1.33 per share, 7 cents above estimates, with revenue matching Wall Street forecasts. Comparable store sales were up 18% compared to a year earlier, with online sales up 81.5%.</p><p>Coherent(COHR) – The bidding battle to buy the maker of lasers and laser technology continues with Coherent saying the latest bid by optoelectronic components makerII-VI(IIVI) is superior to the most recent bid fromLumentum(LITE). Did fundamentals flash the red light to investors, who were thronging to the stock in droves ahead of the current downturn?</p><p><b>The 2020 Highs:</b> The COVID-19 pandemic, which broke out at the end of 2019 and ravaged the global economies for much of 2020, proved a blessing for some companies that benefited from the adversity.</p><p>Nio, a luxury EV maker, should have taken a big hit in the year, as cash-strapped users preferred to hold back on big-ticket buys. The company did have its momentum of despair in the first two months of 2020. Not bogged down by the adverse geopolitical milieu, the EV startup chose to be proactive instead. The company announced several innovative product andservice offerings.</p><p>Deliveries continued to climb through the year, with Nio's charismatic CEO William Bin attributing the strength to the growing recognition of its premium brand, the competitive and compelling products and services, the expanding sales network, and most importantly, the support from its passionate and loyal user community.</p><p>For 2020, Nio delivered 43,728 vehicles, an increase of 111% year-over-year.</p><p>The company also managed to rein in costs, giving margins a lift. It also succeeded in mobilizing finances through a combination of equity, debt and strategic investments, removing a key existential risk it faced in 2019.</p><p>Promptly the stock began discounting the fundamental improvement and closed out 2020 with a gain in excess of 1,100%. The strong rally stretched valuation to levels, with some skeptics beginning to question the irrational exuberance in the stock.</p><p><b>Fundamentals, Stock Pause At Start of 2021:</b> Nio had a strong start to the year, as it continued to clock record monthly deliveries in January. The stock raced to a record high of $66.99 on Jan. 11, as it reacted to the announcements the company made at the annual Nio Day held on Jan. 10.</p><p>Thereafter, it has been a bumpy ride for the stock. Since the start of February, the stock has been caught in the vortex of the tech sell-off. Incidentally, market leader and EV pioneer<b>Tesla, Inc.</b>TSLAwas not spared either. Since the all-time split-adjusted high of $900.40 hit in late January, Tesla shares have given back over 30%.</p><p>Nio investors were pinning their hopes on a stellar fourth-quarter report to lift the stock from the depressed levels. It was not to be. The stock continued to bleed despite the EV maker reporting $1 billion revenues for the quarter and seeing an expansion in gross margins.</p><p>Naysayers were quick to highlight the wider-than-expected loss and the month-over-month drop in deliveries.</p><p>As outlined by Deutsche Bank Securities analyst Edison Yu, the underperformance on the bottom line had to do with forex losses, engendered by a weaker dollar.</p><p>Although initially Nio did not explain away the February softness, it later clarified in a blog post the weeklong Lunar New Year holiday that fell in the month played spoilsport.</p><p>\"The majority of the employees receive seven days off work as a public holiday to spend time with their families, though the celebrations can last for more than two weeks nationwide. Most of the factories were shut down for weeks, and many products that rely on shipping and manufacturing might have been delayed,\" Nio said in the post.</p><p><b>Is Recovery In The Cards:</b> The company has several catalysts ahead, including the launch of its first sedan, named ET7, and its plan to expand into Europe this year. The company is also making solid progress with respect to its advanced driver-assisted system, battery technology and battery swapping stations.</p><p>With the increasing uptake of its battery-as-a-service offering and its recently announced autonomous driving-as-a-service, the company has laid the groundwork for recurrent revenue streams.</p><p>This apart, the attractive market opportunity presented by the burgeoning EV market, both domestically and globally, will prove salubrious for the company. There is no denying the fact that EV manufacturing is turning out to be a crowded field.
