It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses.  We note that JinkoSolar Holding Co., Ltd. (NYSE:JKS) does have debt on its balance sheet.  But is this debt a concern to shareholders?  When Is Debt A Problem?  Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price.  Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers.  While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price.  Of course, plenty of companies use debt to fund growth, without any negative consequences.  When we think about a company's use of debt, we first look at cash and debt together. As you can see below, JinkoSolar Holding had CN¥53.3b of debt at September 2023, down from CN¥56.9b a year prior.    However, because it has a cash reserve of CN¥13.6b, its net debt is less, at about CN¥39.7b.  NYSE:JKS Debt to Equity History January 31st 2024 How Strong Is JinkoSolar Holding's Balance Sheet?  According to the last reported balance sheet, JinkoSolar Holding had liabilities of CN¥73.3b due within 12 months, and liabilities of CN¥20.9b due beyond 12 months.   Offsetting these obligations, it had cash of CN¥13.6b as well as receivables valued at CN¥29.9b due within 12 months.   So it has liabilities totalling CN¥50.8b more than its cash and near-term receivables, combined.   This deficit casts a shadow over the CN¥10.3b company, like a colossus towering over mere mortals.   So we'd watch its balance sheet closely, without a doubt.  At the end of the day, JinkoSolar Holding would probably need a major re-capitalization if its creditors were to demand repayment.    We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover).  The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).   JinkoSolar Holding has a debt to EBITDA ratio of 3.8, which signals significant debt, but is still pretty reasonable for most types of business.  However, its interest coverage of 13.7 is very high, suggesting that the interest expense on the debt is currently quite low.        Notably, JinkoSolar Holding's EBIT launched higher than Elon Musk, gaining a whopping 1,072% on last year.      When analysing debt levels, the balance sheet is the obvious place to start.  But ultimately the future profitability of the business will decide if JinkoSolar Holding can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits.   So it's worth checking how much of that EBIT is backed by free cash flow.    Over the last three years, JinkoSolar Holding saw substantial negative free cash flow, in total.  While that may be a result of expenditure for growth, it does make the debt far more risky.    Our View On the face of it, JinkoSolar Holding's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year.    But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging.      Looking at the bigger picture, it seems clear to us that JinkoSolar Holding's use of debt is creating risks for the company.  If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt.
