A possible hike to some key short-term rates is also in focus. Here are topics that investors are focused on:</p>\n<p><b>TALKING ABOUT TALKING ABOUT A TAPER</b></p>\n<p>The Fed is keen to minimize the possibility of a market disruption when it begins to reduce its $120 billion per month government bond and mortgage-backed securities purchase program, and so far has only indicated it may soon start \"talking about talking\" about reducing it.</p>\n<p>Market participants will be focused on whether this has advanced in any way, with a reduction in bond purchases expected to be the first step in the Fed’s normalizing its ultra-loose monetary policies.</p>\n<p>Signs that the Fed may taper sooner than expected could spark a bond market sell-off, which could hurt risk appetite and send stocks lower.</p>\n<p>Many analysts think the Fed will hold off on any announcement on bond reductions until its Jackson Hole economic symposium in August, with the taper unlikely to occur until late this year or early next year. Some market participants, however, are worried there are dangers in waiting as inflation prints come in strong.</p>\n<p><b>IS INFLATION BECOMING ENTRENCHED?</b></p>\n<p>Inflation has been coming in well above the Fed’s 2% target as the economy reopens and investors will be watching for signs that policymakers are uncomfortable with the recent increases.</p>\n<p>Data last week showed that consumer prices in May registered the largest annual increase in 13 years, with a 5% gain.</p>\n<p>The U.S. Treasury market showed little concern about the data, however, with yields falling to three-month lows. Ten-year yields were at 1.46% on Monday and have fallen from a <a href=\"https://laohu8.com/S/AONE\">one</a>-year high of 1.78% in March.</p>\n<p>Fed Chair Jerome Powell said after the U.S. central bank’s April meeting that transitory increases in inflation expected this year would not meet its standard for raising interest rates.</p>\n<p><b>WILL THE DOT PLOT SHOW AN EXPECTED RATE HIKE IN 2023?</b></p>\n<p>Market participants will focus on when policymakers see an increase in rates, a section of the Fed's economic projections known as the “dot plot.”</p>\n<p>Seven of 18 officials expected to raise rates in 2023 at the Fed’s March meeting, compared with five in December. Four officials also felt rates may need to rise as soon as next year, a change from zero as of the last projections in December.</p>\n<p>Meanwhile, any increase in inflation projections for 2022 and 2023 may indicate that the Fed sees inflation increases being more persistent than previously expected.</p>\n<p><b>AS REVERSE REPO VOLUMES HIT RECORDS, WILL THEY RAISE 'IOER'?</b></p>\n<p>Another key focus will be whether the Fed will address disruptions in cash markets by raising the interest it pays banks on excess reserves and the rate it pays on overnight reverse repos.</p>\n<p>Money market investors are struggling with a lack of high quality short-dated assets as the Treasury reduces bill issuance at the same time as banks are struggling with excess deposits, in large part from Fed bond purchases.</p>\n<p>The Fed’s reverse repo facility, which offers approved money managers the option to lend money to the Fed overnight in return for Treasury collateral, has seen increasing demand and set a record $584 billion on Monday. Demand is expected to continue growing as the Treasury continues paring issuance of Treasury bills and the debt ceiling nears.</p>\n<p>By raising the IOER, the Fed can ease some downward pressure on short-term rates. Some analysts say the Fed is unlikely to make any adjustments unless the fed funds rate falls below 5 basis points, a level it has so far held above. Some market participants, however, are worried there are dangers in waiting as inflation prints come in strong.</p>\n<p><b>IS INFLATION BECOMING ENTRENCHED?</b></p>\n<p>Inflation has been coming in well above the Fed’s 2% target as the economy reopens and investors will be watching for signs that policymakers are uncomfortable with the recent increases.</p>\n<p>Data last week showed that consumer prices in May registered the largest annual increase in 13 years, with a 5% gain.</p>\n<p>The U.S. Treasury market showed little concern about the data, however, with yields falling to three-month lows. Four officials also felt rates may need to rise as soon as next year, a change from zero as of the last projections in December.</p>\n<p>Meanwhile, any increase in inflation projections for 2022 and 2023 may indicate that the Fed sees inflation increases being more persistent than previously expected.</p>\n<p><b>AS REVERSE REPO VOLUMES HIT RECORDS, WILL THEY RAISE 'IOER'?</b></p>\n<p>Another key focus will be whether the Fed will address disruptions in cash markets by raising the interest it pays banks on excess reserves and the rate it pays on overnight reverse repos.</p>\n<p>Money market investors are struggling with a lack of high quality short-dated assets as the Treasury reduces bill issuance at the same time as banks are struggling with excess deposits, in large part from Fed bond purchases.</p>\n<p>The Fed’s reverse repo facility, which offers approved money managers the option to lend money to the Fed overnight in return for Treasury collateral, has seen increasing demand and set a record $584 billion on Monday. Its major competitors are other payment technology companies, such as<b>Visa</b>(V),<b>Mastercard</b>(MA) or<b>Adyen</b>(OTCPK:ADYEY). It currently has a market capitalization of about $309 billion, a smaller value than MasterCard or Visa.</p>\n<p>PayPal’s core business is the offering of payment solutions to merchants and consumers, operating globally. At the end of 2020, it had about 377 million active accounts, of which some 348 million consumer accounts and 29 million merchant accounts, more than double the number of active accounts at the end of 2015.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/45f478cd622b0c634fd146fdf46bf0ef\" tg-width=\"747\" tg-height=\"432\"><span>Source: PayPal.</span></p>\n<p>The company’s revenue stream comes mainly from charging fees for some completed payment transactions, while generally it does not charge consumers to fund or withdraw money from their PayPal account. It also generates revenues from currency conversion and instant transfers from the PayPal or Venmo accounts to debit cards or bank accounts. For its merchant clients, it also offers access to certain credit products for small and medium-sized merchants, increasing its engagement its clients and providing finance for clients that possibly would not get loans from traditional banks or other lending providers.</p>\n<p><b>Secular Growth</b></p>\n<p>As I’ve analyzed in a previous article on “Visa: Despite Earnings Dip, Secular Growth Prospects Remain Strong,” the global payments industry has a very good growth track record and future growth prospects are quite strong.</p>\n<p>During the past few years, consumers and businesses have increasingly adopted new payment methods beyond cash and the rise of e-commerce has also been an important growth driver of digital payments across the globe. Revenues for the industry have grown roughly at 7% per year over recent years, to a total of just under $2 trillion in 2019, according to McKinsey data, and this growth is only expected to accelerate in the future as digital payments continue to increase their market share as a percentage of total banking revenues.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/d27b37a2ed30f39bff844ae07aa49ac5\" tg-width=\"372\" tg-height=\"395\"><span>Source: McKinsey.</span></p>\n<p>This background has been very supportive for PayPal’s growth prospects, as one of the leading companies in this industry. Indeed, PayPal’s revenues have increased at a compounded annual growth rate [CAGR] of 20.8% during the past five years, a much higher growth rate than the global payments industry and also above its largest competitors like Visa and MasterCard.</p>\n<p>Moreover, while recently the growth path of digital payments has changed due to the coronavirus pandemic, that has affected negatively the growth of the global payments industry, PayPal has remained on a strong growth path because its business is clearly more exposed to digital transactions rather than physical payments. This means that the pandemic has barely impacted its business, while it has been a significant setback for other companies, such as <b>American Express</b> (AXP) or MasterCard that are more exposed to cross-border transactions.</p>\n<p>Nevertheless, the Covid-19 seems to be positive for the long-term growth of the industry because digital payments became more adopted last year and people will likely use less cash for payment transactions in the future, accelerating even further the growth of digital payments across the world.</p>\n<p>Over the next few years, growth is expected to resume quite rapidly and should even be higher than in the recent past. According to Mordor Intelligence, the global digital payments industry is expected to have a revenue CAGR of 13.7% during 2021-26, which is almost double the growth in recent years. This clearly shows that digital payments is a secular growth industry, being a very good backdrop for the companies operating in this industry for years to come.</p>\n<p>Taking this environment into account, PayPal is clearly in a very good position to maintain a solid growth path for many years to come, being potentially one of the major winners of the global shift to digital payments and e-commerce.</p>\n<p>Taking this background into account, it is not surprising that PayPal has strong growth ambitions for the coming years, aiming to generate more than $50 billion in revenue by 2025 (more than double the 2020 revenues) both from growth of its existing business, higher customer engagement and new offerings that will increase PayPal’s total addressable market.</p>\n<p>PayPal expects to double the number of active accounts over the next five years and triple the volumes transacted, which seems to be achievable considering its growth history and the strong growth prospects of the global payments industry.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/828bae36490c031b69fcf87de3ef91a8\" tg-width=\"640\" tg-height=\"341\"><span>Source: PayPal.</span></p>\n<p>This means that $50 billion in revenue by 2025 represents CAGR of about 20% during 2020-25, showing that PayPal has very good growth prospects in coming years. Moreover, as the company expects to improve a little bit its business margins during this period, its earnings are expected to increase at CAGR of 22% over the next five years and generate more than $40 billion in free cash flow.</p>\n<p><b>Financial Overview</b></p>\n<p>Regarding its financial performance, PayPal has a very good track record with revenues and earnings growing quite rapidly over the past few years. Indeed, from 201 to 2020, PayPal’s revenues increased at a CAGR of around 20% and its earnings increased at CAGR of 31%, a very impressive achievement and much better than established peers like Visa and MasterCard.</p>\n<p>More recently, the company’s growth was not interrupted by the coronavirus as the secular growth trends of e-commerce and cash displacement accelerated with the pandemic, being a very strong tailwind for the company’s growth.</p>\n<p>In 2020, PayPal recorded record financial figures regarding its revenues, volumes, net new active accounts and earnings. Indeed, PayPal’s revenues increased by 20.8% YoY to $21.5 billion, a level that is very close to Visa’s annual revenues showing that PayPal has achieved a very large size despite being a much younger company. Beyond higher revenues, its business margins and free cash flow generation also improved, a very good performance compared to its peers that rely more on debit and credit card payments.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a6b1369e32917090ea7cdb92b9a2fe8a\" tg-width=\"772\" tg-height=\"359\"><span>Source: PayPal.</span></p>\n<p>This positive financial performance was justified by the shift to online shopping and transactions due to Covid-19, but also due to PayPal’s new offerings such as the option to buy and hold digital currencies during the last quarter of the year. Its net income amounted to $4.2 billion, an increase of 70% YoY, boosted by organic growth and gains on some investments and its free cash flow was about $5 billion, or 23% of revenue, which shows that PayPal has a very good cash flow generation capacity.</p>\n<p>During thefirst quarter of 2021, PayPal has maintained an impressive operating momentum with volumes up by 50% YoY and revenue up by 31% YoY. Active accounts grew by 21% to 392 million, while it added 14.5 million net new accounts during the quarter. But investors found some surprises in the fund’s portfolio: Some popular firms in space-exploration related fields were not included, while other seemingly unrelated names–including half a dozen internet tech giants–make up a significant weight.</p><p>That is because ARK’s space fund (ticker: ARKX) isn’t limited to companies directly involved in the space business, but also other innovations that have indirectly enabled the space boom. The ETF owns Google parent Alphabet (ticker: GOOG), for example, because it’s a leader in artificial intelligence. NVIDIA (NVDA), another holding, manufactures computer chips that allow rockets to operate efficiently.</p><p>The fund’s second-largest position is another ARK product, the $548 million ARK 3D Printing ETF (PRNT). That’s because many rocket parts are 3D printed for reasons related to cost, weight, and durability, says Ren Leggi, client portfolio manager at ARK. To be sure, the 0.66% management fee of the ARK 3D Printing ETF is fully rebated back to ARKX investors. “We are not double dipping,” says Leggi, “You are not paying double-layer fees.”</p><p>The fund also holds companies that are well-positioned to benefit from the development in aerospace-related tech. E-commerce giants like Amazon.com (AMZN) and Alibaba (BABA) are included because they can save delivery costs and generate revenue from drones if that market matures and scales. Netflix (NFLX), another holding, could potentially unlock millions of new users as satellite broadband connects more people to the internet. “There are three billion people who do not have access to internet,” says Leggi. “Satellite connectivity opens up the market. It really is about anything above ground.”</p><p>Still, there is one glaring omission in the fund: It doesn’t hold any of the new pure-play space companies set to go public via mergers with special purpose acquisition companies, or SPACs.</p><p>Those options would include Rocket Lab USA and Astra, two launch service companies that are currently sending commercial payloads into low Earth orbit. The pair is merging with Vector Acquisition (VACQ) and Holicity (HOL), respectively. BlackSky and Spire Global, two earth imaging businesses, are merging with Osprey Technology Acquisition (SFWT) and NavSight (NSH), respectively.</p><p>Others include AST & Science, which is merging with New Providence Acquisition (NPA). That company is putting up hundreds of satellites to provide mobile phone infrastructure. Momentus, along with Redwire, offer the infrastructure services supporting new commercial space players. Those two are merging with Stable Road Acquisition (SRAC) and Genesis Park Acquisition (GNPK), respectively.</p><p>The market capitalization of those seven companies is roughly $16 billion based on the number of shares outstanding for each after their SPAC mergers close. But none of those names are included in the ARK Space fund’s portfolio—at least not yet.</p><p>ARK is open to investing in SPACs if the merger target has already been identified, says Leggi, but they need to review more financial data than is typically provided in SPAC merger presentations.</p><p>High valuations have also caused ARK to wait on some names. “They fit our theme but from a valuation point, they don’t meet our hurdle rate for the next five years,” says Leggi, noting that the fund looks for companies that can provide investors with 15% annualized returns. “We will be patient and continue to track them. If we get an opportunity, we will leg into it. A lot of them are very interesting,” he adds.</p><p>ARK isn’t the only one hesitant to jump into space SPACs. The space fund’s rival, the $129 million Procure Space ETF (UFO), also doesn’t own any SPACs. Unlike the actively managed ARK ETF, the Procure fund tracks an underlying index with predetermined rules that prohibit investments in SPACs before the merger is complete.</p><p>“There is a tremendous risk to any SPAC,” Andrew Chanin, CEO of Procure ETFs, tells Barron’s. “That a target is announced and the deal doesn’t go through for a multitude of reasons. Then you are looking at a company that doesn’t have any space exposure other than a proposed target.”</p><p>The Procure ETF has added newly public stocks to its holdings shortly after the SPAC merger was completed, such as space tourism pioneer Virgin Galactic (SPCE).</p><p>The Procure ETF claims to be a “purer” play. More than 80% of its portfolio–per index mandate–has to be invested in companies whose majority revenues are derived from space-related businesses and activities. The remaining 20% are in diversified aerospace defense names such as Boeing (BA) and Lockheed Martin (LMT), which also generate a significant amount of revenue–albeit not the majority–from their space-related units.</p><p>“Anyone can argue that almost every publicly traded company has some exposure to space, or space plays a role in that company’s ability to succeed,” says Chanin. “For us, it’s not about making nuanced arguments about how maybe a company could potentially benefit from space.”</p><p><b>Differing Exposures</b></p><p>Percentage of portfolio in selected industries.</p><p><img src=\"https://static.tigerbbs.com/7610169c4e1c63baad57b034b647f2ef\" tg-width=\"1242\" tg-height=\"975\" referrerpolicy=\"no-referrer\">Despite their differences, both funds share the same top holding, Trimble (TRMB), with an 8.6% weight in the ARK fund and a 5.2% weight in the Procure fund. The company is tapping into multiple space-related areas, offering software, data, and sensors for drones, as well as fleet management services for space construction and logistics.</p><p>Procure’s space fund was launched in April 2019. It dipped 2% in 2020, while the S&P 500 returned 18.4%. Year to date, the Procure fund has gained 11.1%, beating the broader index by five percentage points.</p><p>The ARK space fund finished its first trading day on Tuesday down 1%. The S&P 500 fell less than 1%.</p><p>And although neither funds have exposure to space SPACs, investors can still own a piece of them by buying shares of their SPACs. Barron’s recently wrote positively about Rocket Labs, believing it’s the best option for growth investors looking for new space exposure. But investors found some surprises in the fund’s portfolio: Some popular firms in space-exploration related fields were not included, while other seemingly unrelated names–including half a dozen internet tech giants–make up a significant weight.That is because ARK’s space fund (ticker: ARKX) isn’t limited to companies directly involved in the space business, but also other innovations that have indirectly enabled the space boom. The ETF owns Google parent Alphabet (ticker: GOOG), for example, because it’s a leader in artificial intelligence. NVIDIA (NVDA), another holding, manufactures computer chips that allow rockets to operate efficiently.The fund’s second-largest position is another ARK product, the $548 million ARK 3D Printing ETF (PRNT). That’s because many rocket parts are 3D printed for reasons related to cost, weight, and durability, says Ren Leggi, client portfolio manager at ARK. To be sure, the 0.66% management fee of the ARK 3D Printing ETF is fully rebated back to ARKX investors. “We are not double dipping,” says Leggi, “You are not paying double-layer fees.”The fund also holds companies that are well-positioned to benefit from the development in aerospace-related tech. E-commerce giants like Amazon.com (AMZN) and Alibaba (BABA) are included because they can save delivery costs and generate revenue from drones if that market matures and scales. Netflix (NFLX), another holding, could potentially unlock millions of new users as satellite broadband connects more people to the internet. “There are three billion people who do not have access to internet,” says Leggi. “Satellite connectivity opens up the market. It really is about anything above ground.”Still, there is one glaring omission in the fund: It doesn’t hold any of the new pure-play space companies set to go public via mergers with special purpose acquisition companies, or SPACs.Those options would include Rocket Lab USA and Astra, two launch service companies that are currently sending commercial payloads into low Earth orbit. The pair is merging with Vector Acquisition (VACQ) and Holicity (HOL), respectively. BlackSky and Spire Global, two earth imaging businesses, are merging with Osprey Technology Acquisition (SFWT) and NavSight (NSH), respectively.Others include AST & Science, which is merging with New Providence Acquisition (NPA). That company is putting up hundreds of satellites to provide mobile phone infrastructure. Momentus, along with Redwire, offer the infrastructure services supporting new commercial space players. Those two are merging with Stable Road Acquisition (SRAC) and Genesis Park Acquisition (GNPK), respectively.The market capitalization of those seven companies is roughly $16 billion based on the number of shares outstanding for each after their SPAC mergers close. But none of those names are included in the ARK Space fund’s portfolio—at least not yet.ARK is open to investing in SPACs if the merger target has already been identified, says Leggi, but they need to review more financial data than is typically provided in SPAC merger presentations.High valuations have also caused ARK to wait on some names. “They fit our theme but from a valuation point, they don’t meet our hurdle rate for the next five years,” says Leggi, noting that the fund looks for companies that can provide investors with 15% annualized returns. “We will be patient and continue to track them. If we get an opportunity, we will leg into it. A lot of them are very interesting,” he adds.ARK isn’t the only one hesitant to jump into space SPACs. The space fund’s rival, the $129 million Procure Space ETF (UFO), also doesn’t own any SPACs. Unlike the actively managed ARK ETF, the Procure fund tracks an underlying index with predetermined rules that prohibit investments in SPACs before the merger is complete.“There is a tremendous risk to any SPAC,” Andrew Chanin, CEO of Procure ETFs, tells Barron’s. “That a target is announced and the deal doesn’t go through for a multitude of reasons. Then you are looking at a company that doesn’t have any space exposure other than a proposed target.”The Procure ETF has added newly public stocks to its holdings shortly after the SPAC merger was completed, such as space tourism pioneer Virgin Galactic (SPCE).The Procure ETF claims to be a “purer” play. More than 80% of its portfolio–per index mandate–has to be invested in companies whose majority revenues are derived from space-related businesses and activities. The remaining 20% are in diversified aerospace defense names such as Boeing (BA) and Lockheed Martin (LMT), which also generate a significant amount of revenue–albeit not the majority–from their space-related units.“Anyone can argue that almost every publicly traded company has some exposure to space, or space plays a role in that company’s ability to succeed,” says Chanin. “For us, it’s not about making nuanced arguments about how maybe a company could potentially benefit from space.”Differing ExposuresPercentage of portfolio in selected industries.Despite their differences, both funds share the same top holding, Trimble (TRMB), with an 8.6% weight in the ARK fund and a 5.2% weight in the Procure fund. The company is tapping into multiple space-related areas, offering software, data, and sensors for drones, as well as fleet management services for space construction and logistics.Procure’s space fund was launched in April 2019. It dipped 2% in 2020, while the S&P 500 returned 18.4%. Year to date, the Procure fund has gained 11.1%, beating the broader index by five percentage points.The ARK space fund finished its first trading day on Tuesday down 1%. The S&P 500 fell less than 1%.And although neither funds have exposure to space SPACs, investors can still own a piece of them by buying shares of their SPACs. But investors found some surprises in the fund’s portfolio: Some popular firms in space-exploration related fields were not included, while other seemingly unrelated names–including half a dozen internet tech giants–make up a significant weight.</p><p>That is because ARK’s space fund (ticker: ARKX) isn’t limited to companies directly involved in the space business, but also other innovations that have indirectly enabled the space boom. The ETF owns Google parent Alphabet (ticker: GOOG), for example, because it’s a leader in artificial intelligence. NVIDIA (NVDA), another holding, manufactures computer chips that allow rockets to operate efficiently.</p><p>The fund’s second-largest position is another ARK product, the $548 million ARK 3D Printing ETF (PRNT). That’s because many rocket parts are 3D printed for reasons related to cost, weight, and durability, says Ren Leggi, client portfolio manager at ARK. To be sure, the 0.66% management fee of the ARK 3D Printing ETF is fully rebated back to ARKX investors. “We are not double dipping,” says Leggi, “You are not paying double-layer fees.”</p><p>The fund also holds companies that are well-positioned to benefit from the development in aerospace-related tech. E-commerce giants like Amazon.com (AMZN) and Alibaba (BABA) are included because they can save delivery costs and generate revenue from drones if that market matures and scales. Netflix (NFLX), another holding, could potentially unlock millions of new users as satellite broadband connects more people to the internet. “There are three billion people who do not have access to internet,” says Leggi. “Satellite connectivity opens up the market. It really is about anything above ground.”</p><p>Still, there is one glaring omission in the fund: It doesn’t hold any of the new pure-play space companies set to go public via mergers with special purpose acquisition companies, or SPACs.</p><p>Those options would include Rocket Lab USA and Astra, two launch service companies that are currently sending commercial payloads into low Earth orbit. The pair is merging with Vector Acquisition (VACQ) and Holicity (HOL), respectively. BlackSky and Spire Global, two earth imaging businesses, are merging with Osprey Technology Acquisition (SFWT) and NavSight (NSH), respectively.</p><p>Others include AST & Science, which is merging with New Providence Acquisition (NPA). That company is putting up hundreds of satellites to provide mobile phone infrastructure. Momentus, along with Redwire, offer the infrastructure services supporting new commercial space players. Those two are merging with Stable Road Acquisition (SRAC) and Genesis Park Acquisition (GNPK), respectively.</p><p>The market capitalization of those seven companies is roughly $16 billion based on the number of shares outstanding for each after their SPAC mergers close. But none of those names are included in the ARK Space fund’s portfolio—at least not yet.</p><p>ARK is open to investing in SPACs if the merger target has already been identified, says Leggi, but they need to review more financial data than is typically provided in SPAC merger presentations.</p><p>High valuations have also caused ARK to wait on some names. “They fit our theme but from a valuation point, they don’t meet our hurdle rate for the next five years,” says Leggi, noting that the fund looks for companies that can provide investors with 15% annualized returns. “We will be patient and continue to track them. If we get an opportunity, we will leg into it. A lot of them are very interesting,” he adds.</p><p>ARK isn’t the only one hesitant to jump into space SPACs. The space fund’s rival, the $129 million Procure Space ETF (UFO), also doesn’t own any SPACs. Unlike the actively managed ARK ETF, the Procure fund tracks an underlying index with predetermined rules that prohibit investments in SPACs before the merger is complete.</p><p>“There is a tremendous risk to any SPAC,” Andrew Chanin, CEO of Procure ETFs, tells Barron’s. “That a target is announced and the deal doesn’t go through for a multitude of reasons. Then you are looking at a company that doesn’t have any space exposure other than a proposed target.”</p><p>The Procure ETF has added newly public stocks to its holdings shortly after the SPAC merger was completed, such as space tourism pioneer Virgin Galactic (SPCE).</p><p>The Procure ETF claims to be a “purer” play. More than 80% of its portfolio–per index mandate–has to be invested in companies whose majority revenues are derived from space-related businesses and activities. It currently has a market capitalization of about $309 billion, a smaller value than MasterCard or Visa.</p>\n<p>PayPal’s core business is the offering of payment solutions to merchants and consumers, operating globally. For its merchant clients, it also offers access to certain credit products for small and medium-sized merchants, increasing its engagement its clients and providing finance for clients that possibly would not get loans from traditional banks or other lending providers.</p>\n<p><b>Secular Growth</b></p>\n<p>As I’ve analyzed in a previous article on “Visa: Despite Earnings Dip, Secular Growth Prospects Remain Strong,” the global payments industry has a very good growth track record and future growth prospects are quite strong.</p>\n<p>During the past few years, consumers and businesses have increasingly adopted new payment methods beyond cash and the rise of e-commerce has also been an important growth driver of digital payments across the globe. Revenues for the industry have grown roughly at 7% per year over recent years, to a total of just under $2 trillion in 2019, according to McKinsey data, and this growth is only expected to accelerate in the future as digital payments continue to increase their market share as a percentage of total banking revenues.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/d27b37a2ed30f39bff844ae07aa49ac5\" tg-width=\"372\" tg-height=\"395\"><span>Source: McKinsey.</span></p>\n<p>This background has been very supportive for PayPal’s growth prospects, as one of the leading companies in this industry. Indeed, PayPal’s revenues have increased at a compounded annual growth rate [CAGR] of 20.8% during the past five years, a much higher growth rate than the global payments industry and also above its largest competitors like Visa and MasterCard.</p>\n<p>Moreover, while recently the growth path of digital payments has changed due to the coronavirus pandemic, that has affected negatively the growth of the global payments industry, PayPal has remained on a strong growth path because its business is clearly more exposed to digital transactions rather than physical payments. This means that the pandemic has barely impacted its business, while it has been a significant setback for other companies, such as <b>American Express</b> (AXP) or MasterCard that are more exposed to cross-border transactions.</p>\n<p>Nevertheless, the Covid-19 seems to be positive for the long-term growth of the industry because digital payments became more adopted last year and people will likely use less cash for payment transactions in the future, accelerating even further the growth of digital payments across the world.</p>\n<p>Over the next few years, growth is expected to resume quite rapidly and should even be higher than in the recent past. According to Mordor Intelligence, the global digital payments industry is expected to have a revenue CAGR of 13.7% during 2021-26, which is almost double the growth in recent years. This clearly shows that digital payments is a secular growth industry, being a very good backdrop for the companies operating in this industry for years to come.</p>\n<p>Taking this environment into account, PayPal is clearly in a very good position to maintain a solid growth path for many years to come, being potentially one of the major winners of the global shift to digital payments and e-commerce.</p>\n<p>Taking this background into account, it is not surprising that PayPal has strong growth ambitions for the coming years, aiming to generate more than $50 billion in revenue by 2025 (more than double the 2020 revenues) both from growth of its existing business, higher customer engagement and new offerings that will increase PayPal’s total addressable market.</p>\n<p>PayPal expects to double the number of active accounts over the next five years and triple the volumes transacted, which seems to be achievable considering its growth history and the strong growth prospects of the global payments industry.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/828bae36490c031b69fcf87de3ef91a8\" tg-width=\"640\" tg-height=\"341\"><span>Source: PayPal.</span></p>\n<p>This means that $50 billion in revenue by 2025 represents CAGR of about 20% during 2020-25, showing that PayPal has very good growth prospects in coming years. Moreover, as the company expects to improve a little bit its business margins during this period, its earnings are expected to increase at CAGR of 22% over the next five years and generate more than $40 billion in free cash flow.</p>\n<p><b>Financial Overview</b></p>\n<p>Regarding its financial performance, PayPal has a very good track record with revenues and earnings growing quite rapidly over the past few years. Indeed, from 201 to 2020, PayPal’s revenues increased at a CAGR of around 20% and its earnings increased at CAGR of 31%, a very impressive achievement and much better than established peers like Visa and MasterCard.</p>\n<p>More recently, the company’s growth was not interrupted by the coronavirus as the secular growth trends of e-commerce and cash displacement accelerated with the pandemic, being a very strong tailwind for the company’s growth.</p>\n<p>In 2020, PayPal recorded record financial figures regarding its revenues, volumes, net new active accounts and earnings. Indeed, PayPal’s revenues increased by 20.8% YoY to $21.5 billion, a level that is very close to Visa’s annual revenues showing that PayPal has achieved a very large size despite being a much younger company. Beyond higher revenues, its business margins and free cash flow generation also improved, a very good performance compared to its peers that rely more on debit and credit card payments.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a6b1369e32917090ea7cdb92b9a2fe8a\" tg-width=\"772\" tg-height=\"359\"><span>Source: PayPal.</span></p>\n<p>This positive financial performance was justified by the shift to online shopping and transactions due to Covid-19, but also due to PayPal’s new offerings such as the option to buy and hold digital currencies during the last quarter of the year. Its net income amounted to $4.2 billion, an increase of 70% YoY, boosted by organic growth and gains on some investments and its free cash flow was about $5 billion, or 23% of revenue, which shows that PayPal has a very good cash flow generation capacity.</p>\n<p>During thefirst quarter of 2021, PayPal has maintained an impressive operating momentum with volumes up by 50% YoY and revenue up by 31% YoY. Active accounts grew by 21% to 392 million, while it added 14.5 million net new accounts during the quarter. Its operating margin improved to 27.7% (non-GAAP) and non-GAAP EPS grew by 84% YoY and free cash flow amounted to $1.54 billion or 25% of its quarterly revenue.</p>\n<p>For the full year 2021, its guidance was revised upwards with Q1 earnings and PayPal now expects to grow revenues to about $25.7 billion, which represents annual growth of about 20% in constant currencies, EPS growth around 21% YoY and about $6 billion in free cash flow.</p>\n<p>This clearly shows that PayPal’s growth momentum is not showing any sign of slowdown over the coming quarters, boding quite well to reach its 2025 targets probably ahead of schedule if it continues to grow at this pace.</p>\n<p>However, this is not currently expected from the sell-side, given that according toanalysts’ estimates, revenue growth is expected to be around 20-21% during the next 2-3 years and then slow down a little bit to less than 20% in 2024 and 2025. I think this is one of the best ways to play the secular growth trend of digital payments, as PayPal’s business model is completely focused on digital channels while its closest competitors Visa or Mastercard still rely significantly in physical transactions.</p>\n<p>This profile justifies PayPal’s premium valuation, considering that it is currentlytrading at about 57x forward earnings, while Visa and Mastercard are trading at between 42-47x earnings.
