Even before COVID-19, the problem was becoming unwieldy. Ironically, despite adding $4T+ in debt over the last year, the pandemic may have given the US Government short-term reprieve as it gave the Federal Reserve a green light to drop rates back to zero.</p>\n<p>First and foremost, this took pressure off the Treasury as it refinanced the ballooning short-term debt outstanding at lower rates. However, even more relief occurred as the Federal Reserve absorbed +90% of the long term debt issued since last March. This allowed more room in the private markets to purchase the issuance of new short-term Treasury Bills. Because the Fed pays interest revenue back to the Treasury, and since interest rates on Treasury Bills are sitting at 0%, this has effectively given the Treasury a&nbsp;<b>$4.5T loan at 0% interest</b>&nbsp;in 15 months!</p>\n<p>While this sounds like a great deal, it comes with major risks and has now put the Fed in a box. This will be explained in detail over two articles. Part 1 will explain why the Fed can no longer raise interest rates, and Part 2 will show how the Fed is unable to taper and may even need to increase Treasury purchases to maintain control over the long end of the yield curve.</p>\n<p><b>$28 Trillion and Growing</b></p>\n<p>The US Government cannot stop spending money. Spending is now far in excess of what is being collected in tax revenues. The US economy continues to experience nominal increases in growth, which has increased Federal Tax receipts, but Federal Spending is growing far faster. Figure 1 below, shows this clear trend.</p>\n<p><img src=\"https://static.tigerbbs.com/8b5576e9901f1f8310629d45af16836a\" tg-width=\"1024\" tg-height=\"512\"></p>\n<p><i>Source – Treasurydirect.gov</i></p>\n<p>Excess spending has to be paid for using debt. This massive excess in spending has led to proliferate borrowing by the Federal Government resulting in over $28T in total debt outstanding. Take one more look at the US Debt load, this time categorized by vehicle. Non-Marketable is debt the government owes itself, Notes represent 1-10 year maturity, Bills less than 1 year, and Bonds &gt;10 years. The two charts below show both the absolute growth in debt and how the makeup of the debt has changed. Since 2008, Notes have experienced the largest growth increasing from 25% of total outstanding to 42%. This means every .25% rate hike will almost immediately add $10B to Federal spending. The chart below clearly shows the impact of the last interest rate hike cycle. The Pink line shows how Bills followed the Fed hike cycle topping out near 2.25%.</p>\n<p>If the Fed attempted to raise rates in a similar fashion it would immediately add $100B to Federal Spending on ONLY interest due for Treasury Bills. In a scenario where the Fed shrunk its balance sheet back to $1T (no more interest free loans) AND raised interest rates back to 4%, the Treasury would incur an extra $160B in interest rates for Treasury Bills and a whopping $290B on Treasury Notes! In the last rate tightening cycle, the chart shows just how quickly higher interest rates increased the debt burden ($150B). The charts and graphs attempted to show the trends and put hard numbers behind what most people already know anecdotally. This article does not even touch on how devastating higher interest rates would be on the housing market, corporate debt market, and consumer debt market. Instead it only focuses on the Treasury, which just so happens to be run by the old chair of the Federal Reserve (Janet Yellen).</p>\n<p>None of this math is overly complex, and all the data is freely available on the Treasury and Fed website. This begs the question, does the Fed realize interest rates cannot go up or are they only looking in the rear-view mirror and assuming that an increase to 2.25% will be similar to 2015 which was “only” derailed by COVID-19? To reiterate, the drop in interest rates gave the Treasury&nbsp;<i>relief</i>&nbsp;from the higher interest payments. Priced at $149,990, it was to feature a range of 520 miles, thanks to its innovative 4680 battery cells, 1,100 horsepower and the ability to speed from 0 to 60 mph in less than two seconds.</p>\n<p>Instead, the company has begun delivering a new Model S Plaid that has only a 390-mile range and 1,020 horsepower, though it still sprints to from 0 to 60 miles per hour in just two seconds.</p>\n<p>As a way to “sugar coat” its flip flop, Tesla said the Model S Plaid is just as fast as the Model S Plaid Plus and $20,000 cheaper. Humm.</p>\n<p>This “bait and switch” has some Tesla fans worried, since they had deposits on the Model S Plaid Plus and wanted the innovative 4680 battery cells that Tesla had been touting as the key to longer range and more power. Essentially, the 4680 battery cells were the latest great Tesla development, since they were the first batteries to also be a structural component that supposedly allowed Tesla to lower the weight of its vehicles.</p>\n<p>Both the company’s Austin and Berlin manufacturing plants now under construction are supposed to also be making the 4680 batteries for new Tesla vehicles. If there is a problem with the engineering associated with utilizing the 4680 batteries or making them a structural component, then Tesla has grossly miscalculated, which is now worrying investors.</p>\n<p>Clearly something happened to delay the 4680 batteries that were supposed to provide Tesla with a competitive and engineering edge. For Tesla’s sake, I hope they figure out the problems associated with their much hyped 4680 battery cells, otherwise concerns about its two new manufacturing plants will emerge, as well as the stock losing more of its “mojo.”</p>\n<p>As someone who owns more than a few high-performance vehicles, I can tell you that the engineering geeks I know do<i>not</i>want to get a new Model S Plaid instead of a Model S Plaid Plus and will likely ask for their deposits back.</p>\n<p>What Tesla did is like Ferrari or Porsche telling its customers that one of their much-hyped new performance models is now not being sold because the base model was just as good! Car fanatics, like myself, like the latest and greatest engineering tidbits, so we would rather cancel our orders versus settle for a base model.</p>\n<p>The good news for Tesla is that its China sales in May resurged to 21,936, up sharply from 11,671 in April. The company’s sales tend to spike at the end of each quarter. For example, Tesla sold 35,478 vehicles in China in March, which was the strongest month ever in China.</p>\n<p>This is raising expectations for very strong China sales in June, especially now that the Model Y is being manufactured in Shanghai. Interestingly, since most Chinese Teslas are now made with iron phosphate batteries, these vehicles have lower range than its lithium cobalt vehicles, but its iron phosphate vehicles are cheaper and now increasingly being exported to Europe.</p>\n<p>However, I’m convinced another electric vehicle (EV) company will eventually displace Tesla as the biggest manufacturer of EVs in China.</p>\n<p><b>Taking Advantage of the EV Revolution’s Profit Potential</b></p>\n<p>I’m talking about&nbsp;<b>Nio, Inc.</b>(NYSE:<b>NIO</b>). The reality is that this company is on the verge of dominating the EV market in China and Hong Kong. It’s why I put NIO on my<b><i>Platinum Growth Club</i></b>Model Portfolio back in February.</p>\n<p>The company boasts that it is the “next-generation car company,” as it designs and manufactures electric vehicles that utilize the latest technologies in connectivity, autonomous driving and artificial intelligence (AI). NIO currently offers an electric seven-seater SUV (ES8) and a five-seater electric SUV (ES6) and recently introduced an attractive electric sedan (ET7). Its vehicles utilize NOMI, an in-vehicle artificial intelligence assistant.</p>\n<p>The company is also partnering with cutting-edge chip companies like<b>NVIDIA Corporation</b>(NASDAQ:<b>NVDA</b>), another one of my<b><i>Platinum Growth Club</i></b>Model Portfolio stocks. NIO plans to use the NVIDIA DRIVE Orin system-on-a-chip for its electric vehicles that will provide autonomous driving capabilities. The NVIDIA DRIVE Orin-powered supercomputer, which is being called Adam, will be launched in the ET7 sedan in China in 2022. Announcements like this are very positive, so NIO has been stealing some of Tesla’s thunder lately.</p>\n<p>Now, it’s important to note that NIO was bailed out by the Chinese government. Last year, the Chinese government injected $1 billion and now has a 24% ownership in the company. The reality is that China wants to dominate at least five major industries by 2025, and NIO is now its ticket to dominate EV manufacturing.</p>\n<p>With the backing of the Chinese government, some Wall Street firms are eager to help NIO by issuing new debt or equity. So, I wouldn’t be surprised if NIO surpasses Tesla, which is currently number-two in China, for market share in the upcoming years.</p>\n<p>That means, if you missed Tesla’s parabolic run like I did, NIO is essentially giving us a “second chance” to make money in a potentially explosive electric vehicle company.</p>\n<p>Shares of NIO climbed nearly 13% since the company’s June 4 announcement of its May delivery report and positive analyst comments, while Tesla shares rose almost 3%. First, NIO revealed that the global chip shortage is starting to take a toll on its business. NIO only delivered 6,711 vehicles in May, or a 5.5% decline from April’s deliveries. Company management noted that deliveries were “adversely impacted for several days due to the volatility of semiconductor supply and certain logistical adjustments.”</p>\n<p>Interestingly, despite the month-to-month dip, NIO’s deliveries were still up 95.3% year-over-year. Priced at $149,990, it was to feature a range of 520 miles, thanks to its innovative 4680 battery cells, 1,100 horsepower and the ability to speed from 0 to 60 mph in less than two seconds.\nInstead, the company has begun delivering a new Model S Plaid that has only a 390-mile range and 1,020 horsepower, though it still sprints to from 0 to 60 miles per hour in just two seconds.\nAs a way to “sugar coat” its flip flop, Tesla said the Model S Plaid is just as fast as the Model S Plaid Plus and $20,000 cheaper. Humm.\nThis “bait and switch” has some Tesla fans worried, since they had deposits on the Model S Plaid Plus and wanted the innovative 4680 battery cells that Tesla had been touting as the key to longer range and more power. Essentially, the 4680 battery cells were the latest great Tesla development, since they were the first batteries to also be a structural component that supposedly allowed Tesla to lower the weight of its vehicles.\nBoth the company’s Austin and Berlin manufacturing plants now under construction are supposed to also be making the 4680 batteries for new Tesla vehicles. If there is a problem with the engineering associated with utilizing the 4680 batteries or making them a structural component, then Tesla has grossly miscalculated, which is now worrying investors.\nClearly something happened to delay the 4680 batteries that were supposed to provide Tesla with a competitive and engineering edge. For Tesla’s sake, I hope they figure out the problems associated with their much hyped 4680 battery cells, otherwise concerns about its two new manufacturing plants will emerge, as well as the stock losing more of its “mojo.”\nAs someone who owns more than a few high-performance vehicles, I can tell you that the engineering geeks I know donotwant to get a new Model S Plaid instead of a Model S Plaid Plus and will likely ask for their deposits back.\nWhat Tesla did is like Ferrari or Porsche telling its customers that one of their much-hyped new performance models is now not being sold because the base model was just as good! Car fanatics, like myself, like the latest and greatest engineering tidbits, so we would rather cancel our orders versus settle for a base model.\nThe good news for Tesla is that its China sales in May resurged to 21,936, up sharply from 11,671 in April. The company’s sales tend to spike at the end of each quarter. For example, Tesla sold 35,478 vehicles in China in March, which was the strongest month ever in China.\nThis is raising expectations for very strong China sales in June, especially now that the Model Y is being manufactured in Shanghai. Interestingly, since most Chinese Teslas are now made with iron phosphate batteries, these vehicles have lower range than its lithium cobalt vehicles, but its iron phosphate vehicles are cheaper and now increasingly being exported to Europe.\nHowever, I’m convinced another electric vehicle (EV) company will eventually displace Tesla as the biggest manufacturer of EVs in China.\nTaking Advantage of the EV Revolution’s Profit Potential\nI’m talking about Nio, Inc.(NYSE:NIO). The reality is that this company is on the verge of dominating the EV market in China and Hong Kong. It’s why I put NIO on myPlatinum Growth ClubModel Portfolio back in February.\nThe company boasts that it is the “next-generation car company,” as it designs and manufactures electric vehicles that utilize the latest technologies in connectivity, autonomous driving and artificial intelligence (AI). NIO currently offers an electric seven-seater SUV (ES8) and a five-seater electric SUV (ES6) and recently introduced an attractive electric sedan (ET7). Not so much in the past week.</p>\n<p>Instead of a calm response to the Federal Reserve’sslightly more hawkish tone, the 10-year yield first leapt by the most in months, then plunged. On Monday, it dropped during Asian trading hours to the lowest since February, before bouncing all the way back and then some.</p>\n<p>The moves reveal deep confusion among investors about the Fed’s intentions and the strength ofthe post-pandemic recovery, as well as the extraordinary desperation for safe yields.</p>\n<p><img src=\"https://static.tigerbbs.com/e5911d5e0ad74414b1b88185c2769f99\" tg-width=\"336\" tg-height=\"410\">Before stock traders get too smug, bond-market volatility is mirrored by similar swings below the surface of the stock market.</p>\n<p>For me, the most extraordinary shift was the $235 billion depositedin the Fed’s reverse repurchase facilityafter it raised the rate it pays from zero to 0.05%, because it was concerned that it was losing control of the lower bound of rates.</p>\n<p>This is a true tightening of monetary policy, not the mere technicality the Fed presented it as. For monetarists who care about the amount of money in circulation, in one day it drained reserves equivalent to two months of quantitative easing, and showed just how much cash is sloshing around the system looking for even the tiniest yield.</p>\n<p>For those, including me, who prefer to focus on the price of money, it is now higher—albeit not very much, it is a tightening. Secured overnight rates in the money market had been stuck on the floor of 0.01% since March, according to the New York Fed, with some borrowing at negative rates. It rose to 0.05% after the Fed’s announcement, and negative rates vanished.</p>\n<p><img src=\"https://static.tigerbbs.com/1707a50e4704c3c16d8d2eac7a0204f9\" tg-width=\"317\" tg-height=\"419\">After the initial volatility, the bond market’s considered reaction was in the right direction for tighter policy: Higher short-term real rates reduced the longer-term inflation threat and so led to lower 10-year and 30-year Treasury yields—until the reflation trade returned on Monday. Higher rates pulled down stocks most sensitive to the economy—cyclicals and cheap value stocks—until Monday’s reverse. Growth stocks did fine thanks to lower long-term rates, before lagging on Monday.</p>\n<p>Yet, 0.05% is a very small tightening, to put it mildly. Usually, the Fed moves in 0.25-percentage-point increments, so this was equivalent to one-fifth of a normal rate increase. What mattered for Treasurys wasn’t the immediate shift in the price of money, but the prospect of a bigger change by the Fed.</p>\n<p><img src=\"https://static.tigerbbs.com/4bacd47e561e9d7ffdb95d180913fadf\" tg-width=\"321\" tg-height=\"418\">Much of the focus was on the “dots,” the projections of individual Fed policy makers. The median prediction for 2023 was for two 0.25-point increases that year, having previously been for no move. Again, in normal times this wouldn’t be terribly significant, as the predictions aren’t binding, have been a terrible guide to future policy and anyway are still two years away. They were even dismissed by Fed Chairman Jerome Powell in his news conference on Wednesday.</p>\n<p><img src=\"https://static.tigerbbs.com/e5df90890ee96402b8d5375020d3c135\" tg-width=\"353\" tg-height=\"454\">The reason the market cared so much isn’t the specifics, but the shift in tone from super-dovish to a hint of hawk. St. Louis Fed President James Bullard emphasized this—and the market moved further—on Friday when he said the first increase could even come next year. Seven of the 18 dots had one or two rises penciled in for 2022, so the news here was merely that Mr. Bullard was one of them.</p>\n<p>Having previously been careful not to say anything that could possibly be interpreted as worrying about inflation, the Fed suddenly seemed to be concerned.</p>\n<p>We will have to wait for more from Mr. Powell and other Fed members to find out if this is the interpretation they wanted. They might well be taken aback by the scale of the market moves, which on Friday briefly pushed five-year Treasury yields—the base for much corporate borrowing—up to where they stood in February last year, before the first lockdown. It wouldn’t surprise me if Mr. Powell tries to talk the market back.</p>\n<p>The problem is that investors are supersensitive to the Fed’s views. They think the real economy will be hit much harder than it usually is by higher rates. The Fed also has spent the past year convincing investors that low rates are here pretty much forever.</p>\n<p>The threat of higher rates holding back the economy pushed investors toward the post-2010 playbook, at least for a few days: Buy long-dated bonds, buy Big Tech and other growth stocks, steer clear of anything dependent on a strong expansion.</p>\n<p>The shift from thinking there is no risk of rate rises to thinking there is some risk of increases marks a major change of mindset. Not so much in the past week.\nInstead of a calm response to the Federal Reserve’sslightly more hawkish tone, the 10-year yield first leapt by the most in months, then plunged. On Monday, it dropped during Asian trading hours to the lowest since February, before bouncing all the way back and then some.\nThe moves reveal deep confusion among investors about the Fed’s intentions and the strength ofthe post-pandemic recovery, as well as the extraordinary desperation for safe yields.\nBefore stock traders get too smug, bond-market volatility is mirrored by similar swings below the surface of the stock market.\nFor me, the most extraordinary shift was the $235 billion depositedin the Fed’s reverse repurchase facilityafter it raised the rate it pays from zero to 0.05%, because it was concerned that it was losing control of the lower bound of rates.\nThis is a true tightening of monetary policy, not the mere technicality the Fed presented it as. For monetarists who care about the amount of money in circulation, in one day it drained reserves equivalent to two months of quantitative easing, and showed just how much cash is sloshing around the system looking for even the tiniest yield.\nFor those, including me, who prefer to focus on the price of money, it is now higher—albeit not very much, it is a tightening. Secured overnight rates in the money market had been stuck on the floor of 0.01% since March, according to the New York Fed, with some borrowing at negative rates. It rose to 0.05% after the Fed’s announcement, and negative rates vanished.\nAfter the initial volatility, the bond market’s considered reaction was in the right direction for tighter policy: Higher short-term real rates reduced the longer-term inflation threat and so led to lower 10-year and 30-year Treasury yields—until the reflation trade returned on Monday. Higher rates pulled down stocks most sensitive to the economy—cyclicals and cheap value stocks—until Monday’s reverse. Growth stocks did fine thanks to lower long-term rates, before lagging on Monday.\nYet, 0.05% is a very small tightening, to put it mildly. Usually, the Fed moves in 0.25-percentage-point increments, so this was equivalent to one-fifth of a normal rate increase. What mattered for Treasurys wasn’t the immediate shift in the price of money, but the prospect of a bigger change by the Fed.\nMuch of the focus was on the “dots,” the projections of individual Fed policy makers. The median prediction for 2023 was for two 0.25-point increases that year, having previously been for no move. Again, in normal times this wouldn’t be terribly significant, as the predictions aren’t binding, have been a terrible guide to future policy and anyway are still two years away. They were even dismissed by Fed Chairman Jerome Powell in his news conference on Wednesday.\nThe reason the market cared so much isn’t the specifics, but the shift in tone from super-dovish to a hint of hawk. St. Louis Fed President James Bullard emphasized this—and the market moved further—on Friday when he said the first increase could even come next year. Seven of the 18 dots had one or two rises penciled in for 2022, so the news here was merely that Mr. Bullard was one of them.\nHaving previously been careful not to say anything that could possibly be interpreted as worrying about inflation, the Fed suddenly seemed to be concerned.\nWe will have to wait for more from Mr. Powell and other Fed members to find out if this is the interpretation they wanted. They might well be taken aback by the scale of the market moves, which on Friday briefly pushed five-year Treasury yields—the base for much corporate borrowing—up to where they stood in February last year, before the first lockdown. It wouldn’t surprise me if Mr. Powell tries to talk the market back.\nThe problem is that investors are supersensitive to the Fed’s views. They think the real economy will be hit much harder than it usually is by higher rates. The Fed also has spent the past year convincing investors that low rates are here pretty much forever.\nThe threat of higher rates holding back the economy pushed investors toward the post-2010 playbook, at least for a few days: Buy long-dated bonds, buy Big Tech and other growth stocks, steer clear of anything dependent on a strong expansion.\nThe shift from thinking there is no risk of rate rises to thinking there is some risk of increases marks a major change of mindset. It is the largest company on the list by market cap, but not by revenue, as you can see below. A year-to-date chart of its price performance shows how wild the meme-stock action can be:</p>\n<p><img src=\"https://static.tigerbbs.com/1d9a8e2dfc61b0e4ff70a8630193cecb\" tg-width=\"1259\" tg-height=\"1038\"></p>\n<p>Palantir's stock was up 3% for 2021 through June 9, but its market cap had increased by 26% because the company had been raising cash by selling additional shares to investors. The company's following as a meme stock seems to spring more from its growth prospects than from short interest, which peaked at 8.5% of shares available for sale, according to FactSet.</p>\n<p>Wendy's Co. <a href=\"https://laohu8.com/S/WEN\">$(WEN)$</a> is another meme stock whose addition to the group may be a bit confusing, as the stock isn't heavily shorted and the company is stable. Brad Lamensdorf, CEO of ActiveAlts in Westport, Conn., who runs long and short investment strategies, said previously that a short percentage \"over 30% to 40% is outrageously high.\" (Lamensdorf co-manages the AdvisorShares <a href=\"https://laohu8.com/S/HDGE\">Ranger Equity Bear ETF</a> (HDGE), which is meant to be used as a hedging tool.)</p>\n<p>A high percentage of shares sold short makes a stock especially dangerous for the short-sellers, because it can increase the intensity of any short squeeze.</p>\n<p>We have shown the short interest as a percentage of market cap in order to provide context. Only 5.16% of the shares are sold short, but that comes to $29.8 billion in short interest -- the most (in dollars) for any stock in the S&amp;P 500. Amazon.com Inc. <a href=\"https://laohu8.com/S/AMZN\">$(AMZN)$</a> ranks second for dollars of short interest in the benchmark index, with 1.09% of shares sold short, which comes to $18.1 billion in short interest for a company with a market cap of $1.66 trillion.</p>\n<p><a href=\"https://laohu8.com/S/GOEV\">Canoo Inc.</a> (GOEV) is the second-most heavily shorted stock listed above, at 29.5%. The electric-vehicle maker was formed on Dec. 21 through the merger of Canoo Holdings Ltd. and Hennessy Capital Acquisition Corp. IV, a special purpose acquisition company, or SPAC. Canoo expects to produce its first vehicle in mid-2022 in limited quantities, with \"serial production launching in 2023,\" according to its 10-K report filed on March 31.</p>\n<p><a href=\"https://laohu8.com/S/CLNE\">Clean Energy Fuels Corp</a>. <a href=\"https://laohu8.com/S/CLNE.AU\">$(CLNE.AU)$</a> provides natural gas for use as an alternative to gasoline or diesel for fleets of vehicles. Clover merged with <a href=\"https://laohu8.com/S/IPOC.U\">Social Capital Hedosophia Holdings Corp. Even before COVID-19, the problem was becoming unwieldy. Ironically, despite adding $4T+ in debt over the last year, the pandemic may have given the US Government short-term reprieve as it gave the Federal Reserve a green light to drop rates back to zero.</p>\n<p>First and foremost, this took pressure off the Treasury as it refinanced the ballooning short-term debt outstanding at lower rates. However, even more relief occurred as the Federal Reserve absorbed +90% of the long term debt issued since last March. This allowed more room in the private markets to purchase the issuance of new short-term Treasury Bills. Because the Fed pays interest revenue back to the Treasury, and since interest rates on Treasury Bills are sitting at 0%, this has effectively given the Treasury a&nbsp;<b>$4.5T loan at 0% interest</b>&nbsp;in 15 months!</p>\n<p>While this sounds like a great deal, it comes with major risks and has now put the Fed in a box. This will be explained in detail over two articles. Part 1 will explain why the Fed can no longer raise interest rates, and Part 2 will show how the Fed is unable to taper and may even need to increase Treasury purchases to maintain control over the long end of the yield curve.</p>\n<p><b>$28 Trillion and Growing</b></p>\n<p>The US Government cannot stop spending money. Spending is now far in excess of what is being collected in tax revenues. The US economy continues to experience nominal increases in growth, which has increased Federal Tax receipts, but Federal Spending is growing far faster. Figure 1 below, shows this clear trend.</p>\n<p><img src=\"https://static.tigerbbs.com/8b5576e9901f1f8310629d45af16836a\" tg-width=\"1024\" tg-height=\"512\"></p>\n<p><i>Source – Treasurydirect.gov</i></p>\n<p>Excess spending has to be paid for using debt. This massive excess in spending has led to proliferate borrowing by the Federal Government resulting in over $28T in total debt outstanding. Now, multiply that by 28!</p>\n<p>For most governments, this would be unsustainable as interest rates would rise. This puts pressure on a borrower to bring down spending. The US Government has benefited from three major advantages that are not available to most governments. First, it has the exorbitant privilege of issuing the global reserve currency (for now), which creates far more demand for dollars than would otherwise be the case. The&nbsp;petro-dollar&nbsp;should have its own dedicated article, so that will be skipped in this analysis.</p>\n<p>It is important to highlight two other key facts that have allowed spending and borrowing to continue unabated. It has been able to borrow from the Social Security Trust Fund, and the Federal Reserve has absorbed a large chunk of debt issuance in recent years. Not only does this equate to $11T in interest-free loans (as all interest payments return back to the Treasury), but it has prevented the private markets from absorbing all new debt issuance keeping interest rates lower. As Figure 3 below shows, since Jan 2010, the private markets have “only” had to absorb $9T of the $14.5T issued.</p>\n<p><img src=\"https://static.tigerbbs.com/2dee6e735c0a3c1421eb321c0eae4b54\" tg-width=\"1024\" tg-height=\"512\"></p>\n<p><i>Source – Treasurydirect.gov andhttps://fred.stlouisfed.org/</i></p>\n<p>Since Jan 2020, the numbers are even more stark. The Treasury has issued $4.5T, of which the Fed has taken on $2.6T (<i>Note: The Fed balance sheet has expanded by greater than $4T, but not all of this was Treasury Debt</i>). Looking deeper into the numbers shows the Fed had an even bigger appetite for longer-dated maturities. With Short Term rates at 0%, the Treasury can sell Treasury Bills to the private sector and still have an interest-free loan. Thus, it has been critical for the Fed to absorb almost all (~90%) the long-term debt issued by the Treasury to keep interest payments low!</p>\n<p><img src=\"https://static.tigerbbs.com/89bf299c6c054e65d3317aa72d0f686a\" tg-width=\"1024\" tg-height=\"512\"></p>\n<p><i>Source – Treasurydirect.gov</i></p>\n<p><b>The Treasury has so far avoided higher interest payments</b></p>\n<p>Zooming back out, the three charts below show why the maneuvers over the last year have been so important. Take one more look at the US Debt load, this time categorized by vehicle. Non-Marketable is debt the government owes itself, Notes represent 1-10 year maturity, Bills less than 1 year, and Bonds &gt;10 years. The two charts below show both the absolute growth in debt and how the makeup of the debt has changed. Since 2008, Notes have experienced the largest growth increasing from 25% of total outstanding to 42%. Bills are the highest risk to the Treasury because higher interest rates will affect Bills within months, so it is important to note that in 2015 during the last rate hike cycle they accounted for only $1.4T but now make up $4.3T. This means every .25% rate hike will almost immediately add $10B to Federal spending. The chart below clearly shows the impact of the last interest rate hike cycle. The Pink line shows how Bills followed the Fed hike cycle topping out near 2.25%.</p>\n<p>If the Fed attempted to raise rates in a similar fashion it would immediately add $100B to Federal Spending on ONLY interest due for Treasury Bills. In a scenario where the Fed shrunk its balance sheet back to $1T (no more interest free loans) AND raised interest rates back to 4%, the Treasury would incur an extra $160B in interest rates for Treasury Bills and a whopping $290B on Treasury Notes! This would not factor in any new debt added over that time, which now includes an extra $.5T a year just on interest payments!</p>\n<p><img src=\"https://static.tigerbbs.com/04501c54f465fba412ffbf77b81a559f\" tg-width=\"1024\" tg-height=\"512\"></p>\n<p><i>Source – Treasurydirect.gov</i></p>\n<p>The chart below shows a much clearer impact of how falling interest rates have kept debt payments relatively stable for nearly 20 years. The chart shows the average weighted interest rate and the annualized monthly interest payments. The orange line (average weighted interest rate) is moving in direct opposition to the growth in debt seen above. In the last rate tightening cycle, the chart shows just how quickly higher interest rates increased the debt burden ($150B). How do these interest payments compare to tax revenue collected by the IRS? The charts and graphs attempted to show the trends and put hard numbers behind what most people already know anecdotally. This article does not even touch on how devastating higher interest rates would be on the housing market, corporate debt market, and consumer debt market. Instead it only focuses on the Treasury, which just so happens to be run by the old chair of the Federal Reserve (Janet Yellen).</p>\n<p>None of this math is overly complex, and all the data is freely available on the Treasury and Fed website. This begs the question, does the Fed realize interest rates cannot go up or are they only looking in the rear-view mirror and assuming that an increase to 2.25% will be similar to 2015 which was “only” derailed by COVID-19? To reiterate, the drop in interest rates gave the Treasury&nbsp;<i>relief</i>&nbsp;from the higher interest payments. Next time they might not even get halfway to 2% with the added debt burden.<b>Unfortunately, for the Fed, their box is tighter than most realize.</b>If the Fed hasn’t figured it out by now,<b>even before they fail to raise interest rates, they will be unable taper Quantitative Easing (debt monetization) much less shrink their balance sheet, without serious consequences.</b>That data will be reviewed in Part 2. See figure 2 below.\n\nSource – Treasurydirect.gov\nFor anyone struggling to wrap their mind around the size of $1T, please see this great visual. Now, multiply that by 28!\nFor most governments, this would be unsustainable as interest rates would rise. This puts pressure on a borrower to bring down spending. The US Government has benefited from three major advantages that are not available to most governments. First, it has the exorbitant privilege of issuing the global reserve currency (for now), which creates far more demand for dollars than would otherwise be the case. The petro-dollar should have its own dedicated article, so that will be skipped in this analysis.\nIt is important to highlight two other key facts that have allowed spending and borrowing to continue unabated. It has been able to borrow from the Social Security Trust Fund, and the Federal Reserve has absorbed a large chunk of debt issuance in recent years. Not only does this equate to $11T in interest-free loans (as all interest payments return back to the Treasury), but it has prevented the private markets from absorbing all new debt issuance keeping interest rates lower. As Figure 3 below shows, since Jan 2010, the private markets have “only” had to absorb $9T of the $14.5T issued.\n\nSource – Treasurydirect.gov andhttps://fred.stlouisfed.org/\nSince Jan 2020, the numbers are even more stark. The Treasury has issued $4.5T, of which the Fed has taken on $2.6T (Note: The Fed balance sheet has expanded by greater than $4T, but not all of this was Treasury Debt). Looking deeper into the numbers shows the Fed had an even bigger appetite for longer-dated maturities. With Short Term rates at 0%, the Treasury can sell Treasury Bills to the private sector and still have an interest-free loan. Thus, it has been critical for the Fed to absorb almost all (~90%) the long-term debt issued by the Treasury to keep interest payments low!\n\nSource – Treasurydirect.gov\nThe Treasury has so far avoided higher interest payments\nZooming back out, the three charts below show why the maneuvers over the last year have been so important. Take one more look at the US Debt load, this time categorized by vehicle. Non-Marketable is debt the government owes itself, Notes represent 1-10 year maturity, Bills less than 1 year, and Bonds >10 years. The two charts below show both the absolute growth in debt and how the makeup of the debt has changed. Since 2008, Notes have experienced the largest growth increasing from 25% of total outstanding to 42%. Non-Marketable went the other way, shrinking from 45% to 25% as the Social Security Trust Fund is no longer a source to borrow from.\n\nSource – Treasurydirect.gov\n\nSource – Treasurydirect.gov\nIt is important to notice the growth in Treasury Bills above. Bills are the highest risk to the Treasury because higher interest rates will affect Bills within months, so it is important to note that in 2015 during the last rate hike cycle they accounted for only $1.4T but now make up $4.3T. This means every .25% rate hike will almost immediately add $10B to Federal spending. The chart below clearly shows the impact of the last interest rate hike cycle. The Pink line shows how Bills followed the Fed hike cycle topping out near 2.25%.\nIf the Fed attempted to raise rates in a similar fashion it would immediately add $100B to Federal Spending on ONLY interest due for Treasury Bills. In a scenario where the Fed shrunk its balance sheet back to $1T (no more interest free loans) AND raised interest rates back to 4%, the Treasury would incur an extra $160B in interest rates for Treasury Bills and a whopping $290B on Treasury Notes! This would not factor in any new debt added over that time, which now includes an extra $.5T a year just on interest payments!\n\nSource – Treasurydirect.gov\nThe chart below shows a much clearer impact of how falling interest rates have kept debt payments relatively stable for nearly 20 years. The chart shows the average weighted interest rate and the annualized monthly interest payments. The orange line (average weighted interest rate) is moving in direct opposition to the growth in debt seen above. In the last rate tightening cycle, the chart shows just how quickly higher interest rates increased the debt burden ($150B). The Fed owns very few Treasury Bills ($320B), so those interest payments are NOT returning to the Treasury.\n\nSource – Treasurydirect.gov\nOne final chart to consider. How do these interest payments compare to tax revenue collected by the IRS? In this context, it becomes very clear how much impact the 2015 rate cycle increases had on debt payments.\n\nSource – Treasurydirect.gov\nWrapping Up\nNothing in this article should be surprising to anyone who even closely watches the US Debt situation or follows financial markets. The charts and graphs attempted to show the trends and put hard numbers behind what most people already know anecdotally. This article does not even touch on how devastating higher interest rates would be on the housing market, corporate debt market, and consumer debt market. Instead it only focuses on the Treasury, which just so happens to be run by the old chair of the Federal Reserve (Janet Yellen).\nNone of this math is overly complex, and all the data is freely available on the Treasury and Fed website. This begs the question, does the Fed realize interest rates cannot go up or are they only looking in the rear-view mirror and assuming that an increase to 2.25% will be similar to 2015 which was “only” derailed by COVID-19? To reiterate, the drop in interest rates gave the Treasury relief from the higher interest payments. Next time they might not even get halfway to 2% with the added debt burden.Unfortunately, for the Fed, their box is tighter than most realize.If the Fed hasn’t figured it out by now,even before they fail to raise interest rates, they will be unable taper Quantitative Easing (debt monetization) much less shrink their balance sheet, without serious consequences.That data will be reviewed in Part 2. Priced at $149,990, it was to feature a range of 520 miles, thanks to its innovative 4680 battery cells, 1,100 horsepower and the ability to speed from 0 to 60 mph in less than two seconds.</p>\n<p>Instead, the company has begun delivering a new Model S Plaid that has only a 390-mile range and 1,020 horsepower, though it still sprints to from 0 to 60 miles per hour in just two seconds.</p>\n<p>As a way to “sugar coat” its flip flop, Tesla said the Model S Plaid is just as fast as the Model S Plaid Plus and $20,000 cheaper. Humm.</p>\n<p>This “bait and switch” has some Tesla fans worried, since they had deposits on the Model S Plaid Plus and wanted the innovative 4680 battery cells that Tesla had been touting as the key to longer range and more power. Essentially, the 4680 battery cells were the latest great Tesla development, since they were the first batteries to also be a structural component that supposedly allowed Tesla to lower the weight of its vehicles.</p>\n<p>Both the company’s Austin and Berlin manufacturing plants now under construction are supposed to also be making the 4680 batteries for new Tesla vehicles. If there is a problem with the engineering associated with utilizing the 4680 batteries or making them a structural component, then Tesla has grossly miscalculated, which is now worrying investors.</p>\n<p>Clearly something happened to delay the 4680 batteries that were supposed to provide Tesla with a competitive and engineering edge. For Tesla’s sake, I hope they figure out the problems associated with their much hyped 4680 battery cells, otherwise concerns about its two new manufacturing plants will emerge, as well as the stock losing more of its “mojo.”</p>\n<p>As someone who owns more than a few high-performance vehicles, I can tell you that the engineering geeks I know do<i>not</i>want to get a new Model S Plaid instead of a Model S Plaid Plus and will likely ask for their deposits back.</p>\n<p>What Tesla did is like Ferrari or Porsche telling its customers that one of their much-hyped new performance models is now not being sold because the base model was just as good! Car fanatics, like myself, like the latest and greatest engineering tidbits, so we would rather cancel our orders versus settle for a base model.</p>\n<p>The good news for Tesla is that its China sales in May resurged to 21,936, up sharply from 11,671 in April. The company’s sales tend to spike at the end of each quarter. For example, Tesla sold 35,478 vehicles in China in March, which was the strongest month ever in China.</p>\n<p>This is raising expectations for very strong China sales in June, especially now that the Model Y is being manufactured in Shanghai. Interestingly, since most Chinese Teslas are now made with iron phosphate batteries, these vehicles have lower range than its lithium cobalt vehicles, but its iron phosphate vehicles are cheaper and now increasingly being exported to Europe.</p>\n<p>However, I’m convinced another electric vehicle (EV) company will eventually displace Tesla as the biggest manufacturer of EVs in China.</p>\n<p><b>Taking Advantage of the EV Revolution’s Profit Potential</b></p>\n<p>I’m talking about&nbsp;<b>Nio, Inc.</b>(NYSE:<b>NIO</b>). The reality is that this company is on the verge of dominating the EV market in China and Hong Kong. It’s why I put NIO on my<b><i>Platinum Growth Club</i></b>Model Portfolio back in February.</p>\n<p>The company boasts that it is the “next-generation car company,” as it designs and manufactures electric vehicles that utilize the latest technologies in connectivity, autonomous driving and artificial intelligence (AI). NIO currently offers an electric seven-seater SUV (ES8) and a five-seater electric SUV (ES6) and recently introduced an attractive electric sedan (ET7). Its vehicles utilize NOMI, an in-vehicle artificial intelligence assistant.</p>\n<p>The company is also partnering with cutting-edge chip companies like<b>NVIDIA Corporation</b>(NASDAQ:<b>NVDA</b>), another one of my<b><i>Platinum Growth Club</i></b>Model Portfolio stocks. NIO plans to use the NVIDIA DRIVE Orin system-on-a-chip for its electric vehicles that will provide autonomous driving capabilities. The NVIDIA DRIVE Orin-powered supercomputer, which is being called Adam, will be launched in the ET7 sedan in China in 2022. Announcements like this are very positive, so NIO has been stealing some of Tesla’s thunder lately.</p>\n<p>Now, it’s important to note that NIO was bailed out by the Chinese government. Last year, the Chinese government injected $1 billion and now has a 24% ownership in the company. The reality is that China wants to dominate at least five major industries by 2025, and NIO is now its ticket to dominate EV manufacturing.</p>\n<p>With the backing of the Chinese government, some Wall Street firms are eager to help NIO by issuing new debt or equity. So, I wouldn’t be surprised if NIO surpasses Tesla, which is currently number-two in China, for market share in the upcoming years.</p>\n<p>That means, if you missed Tesla’s parabolic run like I did, NIO is essentially giving us a “second chance” to make money in a potentially explosive electric vehicle company.</p>\n<p>Shares of NIO climbed nearly 13% since the company’s June 4 announcement of its May delivery report and positive analyst comments, while Tesla shares rose almost 3%. First, NIO revealed that the global chip shortage is starting to take a toll on its business. NIO only delivered 6,711 vehicles in May, or a 5.5% decline from April’s deliveries. Company management noted that deliveries were “adversely impacted for several days due to the volatility of semiconductor supply and certain logistical adjustments.”</p>\n<p>Interestingly, despite the month-to-month dip, NIO’s deliveries were still up 95.3% year-over-year. On Monday, it dropped during Asian trading hours to the lowest since February, before bouncing all the way back and then some.</p>\n<p>The moves reveal deep confusion among investors about the Fed’s intentions and the strength ofthe post-pandemic recovery, as well as the extraordinary desperation for safe yields.</p>\n<p><img src=\"https://static.tigerbbs.com/e5911d5e0ad74414b1b88185c2769f99\" tg-width=\"336\" tg-height=\"410\">Before stock traders get too smug, bond-market volatility is mirrored by similar swings below the surface of the stock market.</p>\n<p>For me, the most extraordinary shift was the $235 billion depositedin the Fed’s reverse repurchase facilityafter it raised the rate it pays from zero to 0.05%, because it was concerned that it was losing control of the lower bound of rates.</p>\n<p>This is a true tightening of monetary policy, not the mere technicality the Fed presented it as. For monetarists who care about the amount of money in circulation, in one day it drained reserves equivalent to two months of quantitative easing, and showed just how much cash is sloshing around the system looking for even the tiniest yield.</p>\n<p>For those, including me, who prefer to focus on the price of money, it is now higher—albeit not very much, it is a tightening. Secured overnight rates in the money market had been stuck on the floor of 0.01% since March, according to the New York Fed, with some borrowing at negative rates. It rose to 0.05% after the Fed’s announcement, and negative rates vanished.</p>\n<p><img src=\"https://static.tigerbbs.com/1707a50e4704c3c16d8d2eac7a0204f9\" tg-width=\"317\" tg-height=\"419\">After the initial volatility, the bond market’s considered reaction was in the right direction for tighter policy: Higher short-term real rates reduced the longer-term inflation threat and so led to lower 10-year and 30-year Treasury yields—until the reflation trade returned on Monday. Higher rates pulled down stocks most sensitive to the economy—cyclicals and cheap value stocks—until Monday’s reverse. Growth stocks did fine thanks to lower long-term rates, before lagging on Monday.</p>\n<p>Yet, 0.05% is a very small tightening, to put it mildly. Usually, the Fed moves in 0.25-percentage-point increments, so this was equivalent to one-fifth of a normal rate increase. What mattered for Treasurys wasn’t the immediate shift in the price of money, but the prospect of a bigger change by the Fed.</p>\n<p><img src=\"https://static.tigerbbs.com/4bacd47e561e9d7ffdb95d180913fadf\" tg-width=\"321\" tg-height=\"418\">Much of the focus was on the “dots,” the projections of individual Fed policy makers. The median prediction for 2023 was for two 0.25-point increases that year, having previously been for no move. Again, in normal times this wouldn’t be terribly significant, as the predictions aren’t binding, have been a terrible guide to future policy and anyway are still two years away. They were even dismissed by Fed Chairman Jerome Powell in his news conference on Wednesday.</p>\n<p><img src=\"https://static.tigerbbs.com/e5df90890ee96402b8d5375020d3c135\" tg-width=\"353\" tg-height=\"454\">The reason the market cared so much isn’t the specifics, but the shift in tone from super-dovish to a hint of hawk. St. Louis Fed President James Bullard emphasized this—and the market moved further—on Friday when he said the first increase could even come next year. Seven of the 18 dots had one or two rises penciled in for 2022, so the news here was merely that Mr. Bullard was one of them.</p>\n<p>Having previously been careful not to say anything that could possibly be interpreted as worrying about inflation, the Fed suddenly seemed to be concerned.</p>\n<p>We will have to wait for more from Mr. Powell and other Fed members to find out if this is the interpretation they wanted. They might well be taken aback by the scale of the market moves, which on Friday briefly pushed five-year Treasury yields—the base for much corporate borrowing—up to where they stood in February last year, before the first lockdown. It wouldn’t surprise me if Mr. Powell tries to talk the market back.</p>\n<p>The problem is that investors are supersensitive to the Fed’s views. They think the real economy will be hit much harder than it usually is by higher rates. The Fed also has spent the past year convincing investors that low rates are here pretty much forever.</p>\n<p>The threat of higher rates holding back the economy pushed investors toward the post-2010 playbook, at least for a few days: Buy long-dated bonds, buy Big Tech and other growth stocks, steer clear of anything dependent on a strong expansion.</p>\n<p>The shift from thinking there is no risk of rate rises to thinking there is some risk of increases marks a major change of mindset.
