One Wall Street analyst has recently ","content":"<p>Even Apple bulls should understand the bear case on the stock. One Wall Street analyst has recently explained why Apple share price could decline by 13% to $115 apiece.</p>\n<p>It is rare to read or hear from an Apple stock bear on Wall Street. When ithappens, I like to pay close attention.I think it is important to understand&nbsp;the devil’s advocate case to investing in a company with such strong business fundamentals.</p>\n<p>Following Apple’s Spring Loaded event, Wolfe Research analyst Jeff Kvaal published a note discussing his main takeaways. I was mostly interested not in his “hot takes” on the event, but in why the sell-side expert thinks that Apple shares are worth only $115 – representing 13% downside risk.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/c8e4c7c9ed80330b554bb91087bf6ee0\" tg-width=\"1240\" tg-height=\"827\"><span>Figure 1: Apple's Spring Loaded event logo.</span></p>\n<p><b>Some bullishness first</b></p>\n<p>In its note, Wolfe Research presented what seemed to be positive reactions to Apple’s product refresh event of April 20. Here are some key observations from the analyst:</p>\n<ul>\n <li><b>The M1-equipped iMac</b>&nbsp;was a good surprise, since the last refresh had happened as recently as August 2020. I believe that,with the introduction of its new M1 chip&nbsp;and redesigned architecture, Apple will continue to accelerate product innovation.</li>\n <li><b>The iPad Pro</b>&nbsp;was also redesigned around the M1 silicon, rather than the traditional A-series chip. Once again, I see Apple looking for an edge in product innovation as a way to keep demand for its devices elevated in the post-pandemic period.</li>\n <li><b>The purple iPhone 12</b>&nbsp;was Apple’s first stand-alone, off-cycle smartphone. With&nbsp;the 12 mini allegedly struggling&nbsp;to find traction, maybe the Cupertino company saw an opportunity to increase entry-level iPhone sales by simply introducing a prettier-looking case.</li>\n</ul>\n<p>The analyst summarized his main observations about Spring Loaded with this quote:</p>\n<blockquote>\n “M1 expansion, not new products, is our key positive takeaway.”\n</blockquote>\n<p><b>Why Apple stock could correct</b></p>\n<p>Now, on to the bear case. Wolfe’s argument for a 13% share price decline has nothing to do with Apple’s most recent product refresh cycle. Rather, the analyst justified bearishness as follows:</p>\n<ul>\n <li>“<i>Throughout the pandemic, Apple has blown away its consensus estimates; [yet, the stock] has underperformed the market by [about] 10% year to date</i>”. Wolfe is alluding to the fact that nothing else, from the perspective of financial performance, seems able to push Apple stock higher. In fact, shares have been down since January 2021 and flat since early-August 2020.</li>\n <li>“<i>Residual strength in the iPhone Pro and Pro Max due to channel inventory fill should ease heading into fiscal third quarter</i>”. In plain English, Wolfe seems to think that some of Apple’s recent sales growth may have been driven by inventory buildup at stores. As the stock of new higher-end iPhones decline, revenue growth should moderate.</li>\n <li>“<i>The Mac, iPad, and Services segments face stiff compares as Apple circles onto its first full quarter of pandemic comps</i>”. I think that a tough 2020 benchmark could, in fact, be a potential headwind, especially in the back half of fiscal 2021. How can Apple top iPad sales growth of 43% in last year’s holiday and pre-holiday quarters? The good news is that the Cupertino company has been aggressive at rolling out appealing new tablets and personal computers in the past few months.</li>\n <li>“<i>We [remain] apprehensive of the expectations embedded in Apples high multiple</i>”. To be fair, the stock’s valuations seem a bit stretched. I&nbsp;discussed the subject in more detail&nbsp;recently, concluding that:</li>\n</ul>\n<blockquote>\n “Apple’s rich multiples could find upside resistance from here. Here are some key observations from the analyst:\n\nThe M1-equipped iMac was a good surprise, since the last refresh had happened as recently as August 2020. I believe that,with the introduction of its new M1 chip and redesigned architecture, Apple will continue to accelerate product innovation.\nThe iPad Pro was also redesigned around the M1 silicon, rather than the traditional A-series chip. Once again, I see Apple looking for an edge in product innovation as a way to keep demand for its devices elevated in the post-pandemic period.\nThe purple iPhone 12 was Apple’s first stand-alone, off-cycle smartphone. With the 12 mini allegedly struggling to find traction, maybe the Cupertino company saw an opportunity to increase entry-level iPhone sales by simply introducing a prettier-looking case.\n\nThe analyst summarized his main observations about Spring Loaded with this quote:\n\n “M1 expansion, not new products, is our key positive takeaway.”\n\nWhy Apple stock could correct\nNow, on to the bear case. Wolfe’s argument for a 13% share price decline has nothing to do with Apple’s most recent product refresh cycle. Rather, the analyst justified bearishness as follows:\n\n“Throughout the pandemic, Apple has blown away its consensus estimates; [yet, the stock] has underperformed the market by [about] 10% year to date”. The SPACs are knocking on their doors,” said Dana D’Auria, co-CIO at Envestnet PMC. “When there’s a market like that, of course you just have to be concerned with the long-run return potential.”\nThe red-hot industry is facing a multitude of challenges in keeping up with its meteoric rise.\nWith more than 400 deals currently on the hunt for targets, good quality companies can befew and far between.SPAC IPO stocks, many of which experienced heightened speculative trading activity, have proven to be vulnerable to overall market volatility. Meanwhile, higher interest rates are making these growth companies — which are often pre-revenue and pre-cash flow — much less appealing.\n“For companies relying on future earnings, if rates continue to rise, they are going to be more vulnerable than bigger, more mature tech names,” said Quincy Krosby, Prudential Financial’s chief market strategist.\n“They don’t have strong balance sheets and sometimes don’t even have a business,” she said. “The vulnerable parts of the market will be in jeopardy.”\nThe proprietary CNBC SPAC 50 index, which tracks the 50 largest U.S.-based pre-merger blank-check deals by market cap, dropped more than 7% in March. That decline wiped out the index’s 2021 gains.\nThe CNBC SPAC Post Deal Index, which is comprised of the largest SPACs that have come to market and announced a target, also turned negative on the year. This reward usually results in immediate dilution for the target-company shareholders.\nSome recent deals sought to bridge the gap between the returns that insiders get versus average shareholders.\nEarlier this year, Morgan Stanley developed a new structure called a Stakeholder Aligned Initial Listing (SAIL) vehicle where sponsors receive promote in increments based on share performance.\n“The idea in the past that you have this pump-and-dump approach where you organize something and get them there and before the price dilutes by additional ownership, these guys and girls are out ... The SPACs are knocking on their doors,” said Dana D’Auria, co-CIO at Envestnet PMC. “When there’s a market like that, of course you just have to be concerned with the long-run return potential.”\nThe red-hot industry is facing a multitude of challenges in keeping up with its meteoric rise.\nWith more than 400 deals currently on the hunt for targets, good quality companies can befew and far between.SPAC IPO stocks, many of which experienced heightened speculative trading activity, have proven to be vulnerable to overall market volatility. Meanwhile, higher interest rates are making these growth companies — which are often pre-revenue and pre-cash flow — much less appealing.\n“For companies relying on future earnings, if rates continue to rise, they are going to be more vulnerable than bigger, more mature tech names,” said Quincy Krosby, Prudential Financial’s chief market strategist.\n“They don’t have strong balance sheets and sometimes don’t even have a business,” she said. “The vulnerable parts of the market will be in jeopardy.”\nThe proprietary CNBC SPAC 50 index, which tracks the 50 largest U.S.-based pre-merger blank-check deals by market cap, dropped more than 7% in March. That decline wiped out the index’s 2021 gains.\nThe CNBC SPAC Post Deal Index, which is comprised of the largest SPACs that have come to market and announced a target, also turned negative on the year. The declines came as a spike in bond yields jolted the stock market, especially growth-oriented tech names.\n“Middle-market groups who used to not have the level of sophistication to even orchestrate an IPO want to talk about SPAC IPOs,” said Anthony DeCandido, partner at RSM LLP.\n“Because there are still so many distressed companies out there that face liquidity issues from Covid, there will still be this extended period of buying opportunity for those groups who have capital to put into the market,” he said.\nThe explosive popularity in the SPAC market has also attracted a slew of athletes and other famous figures to jump on the bandwagon, including NBA star Shaquille O’Neal, Alex Rodriguez and musician Ciara Wilson. The Securities and Exchange Commission last weekissued a warningagainst celebrity-backed SPACs, urging investors to think twice before jumping in.\nStructure evolving\nTo prove that the market is not just a cautionary tale on Wall Street, SPACs are evolving their structure to become more investor friendly and reduce the outsized benefit for sponsors.\nBlank-check company sponsors are paid so-called “promote fees,” which typically entitle them to 20% of the total shares outstanding following the IPO for free or at a big discount. This reward usually results in immediate dilution for the target-company shareholders.\nSome recent deals sought to bridge the gap between the returns that insiders get versus average shareholders.\nEarlier this year, Morgan Stanley developed a new structure called a Stakeholder Aligned Initial Listing (SAIL) vehicle where sponsors receive promote in increments based on share performance.\n“The idea in the past that you have this pump-and-dump approach where you organize something and get them there and before the price dilutes by additional ownership, these guys and girls are out ... But for the managers of the $8.1 billionLord Abbett Growth Leadersfund, it’s part of what makes them unique.</p>\n<p>“We are fundamental analysts who are guided by charts,” says Thomas O’Halloran, 66, partner and portfolio manager.</p>\n<p>Fundamental analysts sometimes deride technical analysis, saying the study of stock price and volume movement is too short term to be useful for long-term holdings. But O’Halloran says the three-person management team—which includes Vernon Bice, portfolio manager, and Matthew DeCicco, partner and director of equities—integrates several price-momentum measurements to gauge rising and falling price trends into their fundamental research. This combination gives them the confidence to hold large positions in as many of the big growth-stock winners as possible.</p>\n<p>Supplementing traditional analysis with chart trends seems to be working. Growth Leaders (ticker: LGLAX) hasbeaten its benchmark index, Russell 1000 Growth, and at least 94% of its category peers on a one-, three-, and five-year basis. The fund, which turns 10 years old in June, has a below-average expense ratio of 0.9%.</p>\n<p>Southampton, N.Y.–based O’Halloran started at Lord Abbett in 2001 as a technology analyst on the small-cap growth team, following more than a decade at investment bank Dillon, Read and a five-year law career. He has been with Growth Leaders since its 2011 inception. Bice is the fund’s main technical-analysis guru.</p>\n<p>Growth Leaders looks for innovative companies benefiting from technological disruption, particularly in the consumer discretionary, communication services, technology, and healthcare sectors.</p>\n<p>In addition to technical analysis, the fund’s investment process includes evaluating a firm’s potential and operating momentum. To assess potential, the team looks for profitable businesses that can scale, or that have annuity-like revenues. They also seek market-leading companies with strong management, and consider the health and size of the company’s particular market. When assessing operating momentum, O’Halloran and team review earnings, zeroing in on revenue growth, which they consider the most important measurement for innovative growth companies.</p>\n<p>Though Growth Leaders isn’t considered a sustainable fund, the group also evaluates a firm’s environmental impact and how it treats its employees and business partners. “We’ve seen the market tell us that we need to start factoring it in,” O’Halloran says, noting that companies conscious of these issues are carrying higher valuations.</p>\n<p>Another way the fund stands out is how all three managers have small-cap backgrounds, which they use to diversify holdings. The fund does have a little wiggle room to add smaller names, as they believe smaller-cap companies will be stock market winners for a few years.</p>\n<p>One example of a smaller-cap, sustainable business isDocuSign(DOCU), the leadingcloud-software signature provider, which the fund bought in September 2019, O’Halloran says. Digital signatures can eliminate paper forms. “That has very positive environmental benefits, which we think will provide a long-tailed growth opportunity,” he adds.</p>\n<p>To help select stocks and sectors, O’Halloran uses a psychological theory, Abraham Maslow’s Hierarchy of Needs, which says that people are motivated by five categories of needs, including safety, self-esteem, and self-actualization. Innovative companies often go to sectors where people spend money on their needs, he says.</p>\n<p>A firm tapping into one of those needs, and withsignificant growth potential, isAlign Technology(ALGN). The company makes clear teeth aligners, which are much more visually subtle than metal braces. Clear aligners only have a 15% penetration in the worldwide orthodontic market, and O’Halloran believes these will eventually replace all metal braces.</p>\n<p>“Straight teeth are a big deal,” he says. “They have a powerful impact on self-esteem, which allows for self-actualization.”</p>\n<p>Growth Leaders has owned the stock off and on in the past decade, but most recently bought it again in October 2020, after strong sales growth pushed the stock price above its three-year high.</p>\n<p>Digital money should continue to become popular, and O’Halloran considersSquare(SQ) to be the most creative large-cap fintech company. “Its Cash App has been ahuge innovationthat will allow it to take chunks of market share from banks,” he says. Growth Leaders first bought Square in January 2020 and increased its position in March and again later in 2020.</p>\n<p>O’Halloran estimates that his investment style falls out of favor about 10% to 15% of the time, but when it does, the drops can be dramatic. 2016 was a tough year, for instance, as value stocks outperformed growth. But O’Halloran says problems started in the last quarter of 2015 when the team waited too long to sell growth holdings, and then they missed out when growth stocks rebounded.</p>\n<p>To rectify the situation, the fund added more analysts, allowing DeCicco to become a full-time portfolio manager. Bice also took a more disciplined approach toward which technical signals to use, to eliminate short-term market “noise,” O’Halloran says.</p>\n<p>Currently, 40% of the portfolio is in technology, slightly less than the Russell 1000 Growth’s 45% weighting. The fund trimmed its position in some tech giants when concerns aboutpotential stricter government regulationsdented their stocks. The regulatory risks are real, but O’Hallaron isn’t giving up on theApples (AAPL) andMicrosofts (MSFT) of the world—the fund’s No. 1 and No. 3 holdings, respectively. But for the managers of the $8.1 billionLord Abbett Growth Leadersfund, it’s part of what makes them unique.\n“We are fundamental analysts who are guided by charts,” says Thomas O’Halloran, 66, partner and portfolio manager.\nFundamental analysts sometimes deride technical analysis, saying the study of stock price and volume movement is too short term to be useful for long-term holdings. But O’Halloran says the three-person management team—which includes Vernon Bice, portfolio manager, and Matthew DeCicco, partner and director of equities—integrates several price-momentum measurements to gauge rising and falling price trends into their fundamental research. This combination gives them the confidence to hold large positions in as many of the big growth-stock winners as possible.\nSupplementing traditional analysis with chart trends seems to be working. Growth Leaders (ticker: LGLAX) hasbeaten its benchmark index, Russell 1000 Growth, and at least 94% of its category peers on a one-, three-, and five-year basis. The fund, which turns 10 years old in June, has a below-average expense ratio of 0.9%.\nSouthampton, N.Y.–based O’Halloran started at Lord Abbett in 2001 as a technology analyst on the small-cap growth team, following more than a decade at investment bank Dillon, Read and a five-year law career. He has been with Growth Leaders since its 2011 inception. Bice is the fund’s main technical-analysis guru.\nGrowth Leaders looks for innovative companies benefiting from technological disruption, particularly in the consumer discretionary, communication services, technology, and healthcare sectors.\nIn addition to technical analysis, the fund’s investment process includes evaluating a firm’s potential and operating momentum. To assess potential, the team looks for profitable businesses that can scale, or that have annuity-like revenues. They also seek market-leading companies with strong management, and consider the health and size of the company’s particular market. When assessing operating momentum, O’Halloran and team review earnings, zeroing in on revenue growth, which they consider the most important measurement for innovative growth companies.\nThough Growth Leaders isn’t considered a sustainable fund, the group also evaluates a firm’s environmental impact and how it treats its employees and business partners. “We’ve seen the market tell us that we need to start factoring it in,” O’Halloran says, noting that companies conscious of these issues are carrying higher valuations.\nAnother way the fund stands out is how all three managers have small-cap backgrounds, which they use to diversify holdings. The fund does have a little wiggle room to add smaller names, as they believe smaller-cap companies will be stock market winners for a few years.\nOne example of a smaller-cap, sustainable business isDocuSign(DOCU), the leadingcloud-software signature provider, which the fund bought in September 2019, O’Halloran says. Digital signatures can eliminate paper forms. “That has very positive environmental benefits, which we think will provide a long-tailed growth opportunity,” he adds.\nTo help select stocks and sectors, O’Halloran uses a psychological theory, Abraham Maslow’s Hierarchy of Needs, which says that people are motivated by five categories of needs, including safety, self-esteem, and self-actualization. Innovative companies often go to sectors where people spend money on their needs, he says.\nA firm tapping into one of those needs, and withsignificant growth potential, isAlign Technology(ALGN). The company makes clear teeth aligners, which are much more visually subtle than metal braces. Clear aligners only have a 15% penetration in the worldwide orthodontic market, and O’Halloran believes these will eventually replace all metal braces.\n“Straight teeth are a big deal,” he says. “They have a powerful impact on self-esteem, which allows for self-actualization.”\nGrowth Leaders has owned the stock off and on in the past decade, but most recently bought it again in October 2020, after strong sales growth pushed the stock price above its three-year high.\nDigital money should continue to become popular, and O’Halloran considersSquare(SQ) to be the most creative large-cap fintech company. “Its Cash App has been ahuge innovationthat will allow it to take chunks of market share from banks,” he says. Growth Leaders first bought Square in January 2020 and increased its position in March and again later in 2020.\nO’Halloran estimates that his investment style falls out of favor about 10% to 15% of the time, but when it does, the drops can be dramatic. 2016 was a tough year, for instance, as value stocks outperformed growth. But O’Halloran says problems started in the last quarter of 2015 when the team waited too long to sell growth holdings, and then they missed out when growth stocks rebounded.\nTo rectify the situation, the fund added more analysts, allowing DeCicco to become a full-time portfolio manager. Bice also took a more disciplined approach toward which technical signals to use, to eliminate short-term market “noise,” O’Halloran says.\nCurrently, 40% of the portfolio is in technology, slightly less than the Russell 1000 Growth’s 45% weighting. The fund trimmed its position in some tech giants when concerns aboutpotential stricter government regulationsdented their stocks. The regulatory risks are real, but O’Hallaron isn’t giving up on theApples (AAPL) andMicrosofts (MSFT) of the world—the fund’s No. 1 and No. 3 holdings, respectively. These are great companies with annuity-like revenues, he says.\nIn a market selloff, these quality companies may provide a ballast to portfolios, he says: “If we had a bear market, which wouldn’t surprise me at all, then I think we would (want to) own more of
