Did fundamentals flash the red light to investors, who were thronging to the stock in droves ahead of the current downturn?</p><p><b>The 2020 Highs:</b> The COVID-19 pandemic, which broke out at the end of 2019 and ravaged the global economies for much of 2020, proved a blessing for some companies that benefited from the adversity.</p><p>Nio, a luxury EV maker, should have taken a big hit in the year, as cash-strapped users preferred to hold back on big-ticket buys. The company did have its momentum of despair in the first two months of 2020. Not bogged down by the adverse geopolitical milieu, the EV startup chose to be proactive instead. The company announced several innovative product andservice offerings.</p><p>Deliveries continued to climb through the year, with Nio's charismatic CEO William Bin attributing the strength to the growing recognition of its premium brand, the competitive and compelling products and services, the expanding sales network, and most importantly, the support from its passionate and loyal user community.</p><p>For 2020, Nio delivered 43,728 vehicles, an increase of 111% year-over-year.</p><p>The company also managed to rein in costs, giving margins a lift. It also succeeded in mobilizing finances through a combination of equity, debt and strategic investments, removing a key existential risk it faced in 2019.</p><p>Promptly the stock began discounting the fundamental improvement and closed out 2020 with a gain in excess of 1,100%. The strong rally stretched valuation to levels, with some skeptics beginning to question the irrational exuberance in the stock.</p><p><b>Fundamentals, Stock Pause At Start of 2021:</b> Nio had a strong start to the year, as it continued to clock record monthly deliveries in January. The stock raced to a record high of $66.99 on Jan. 11, as it reacted to the announcements the company made at the annual Nio Day held on Jan. 10.</p><p>Thereafter, it has been a bumpy ride for the stock. Since the start of February, the stock has been caught in the vortex of the tech sell-off. Incidentally, market leader and EV pioneer<b>Tesla, Inc.</b>TSLAwas not spared either. Since the all-time split-adjusted high of $900.40 hit in late January, Tesla shares have given back over 30%.</p><p>Nio investors were pinning their hopes on a stellar fourth-quarter report to lift the stock from the depressed levels. It was not to be. The stock continued to bleed despite the EV maker reporting $1 billion revenues for the quarter and seeing an expansion in gross margins.</p><p>Naysayers were quick to highlight the wider-than-expected loss and the month-over-month drop in deliveries.</p><p>As outlined by Deutsche Bank Securities analyst Edison Yu, the underperformance on the bottom line had to do with forex losses, engendered by a weaker dollar.</p><p>Although initially Nio did not explain away the February softness, it later clarified in a blog post the weeklong Lunar New Year holiday that fell in the month played spoilsport.</p><p>\"The majority of the employees receive seven days off work as a public holiday to spend time with their families, though the celebrations can last for more than two weeks nationwide. Most of the factories were shut down for weeks, and many products that rely on shipping and manufacturing might have been delayed,\" Nio said in the post.</p><p><b>Is Recovery In The Cards:</b> The company has several catalysts ahead, including the launch of its first sedan, named ET7, and its plan to expand into Europe this year. The company is also making solid progress with respect to its advanced driver-assisted system, battery technology and battery swapping stations.</p><p>With the increasing uptake of its battery-as-a-service offering and its recently announced autonomous driving-as-a-service, the company has laid the groundwork for recurrent revenue streams.</p><p>This apart, the attractive market opportunity presented by the burgeoning EV market, both domestically and globally, will prove salubrious for the company. There is no denying the fact that EV manufacturing is turning out to be a crowded field. The ones we didn’t hear were from the folks in-between — small retail traders and investors who suffered thousands of dollars (or more) in losses.\nFor those still holding GME or AMC, or for those eager to pounce on the next volatile meme stock, I offer the following advice based on personal experience and observations. These are the lessons you must know before you ever get involved in the stock or options market (or if you are holding a winning stock or option):\n1. Don’t sell stocks or options on products you don’t own:The traders who lost the most money in GameStop and AMC were those who sold “naked” calls and puts (i.e. they sold options on stocks they didn’t own), or those who sold shares short (again, they sold shares on a stock they didn’t own). When using this extremely risky strategy, you can make a fortune if you’re right. If you’re wrong, the losses can be incalculable. In reality, some unwary traders lost tens of thousands of dollars last week on positions that cost a few thousand dollars. Once again, don’t sell anything naked unless you’re a professional, and in this case even the pros lost big on that risky bet.\n2. Sell at the “zero point.” Here’s a rule I created: If you have huge gains that disappear and you are at the zero point (i.e. break-even), sell before you have real losses. It’s better to walk away at zero than with losses.\n3. Don’t be a stubborn seller:Why is it so hard for most traders to walk away at the zero point? Stubbornness. Many traders made huge gains last week only to watch those profits disappear. They refused to sell because they hoped to make their money back. If holding options, that’s not going to happen. (If you bought at or near the high, your money is gone. If you hold a stock, plan to wait months or even years to recover. Stubborn stockholders often end up as “stuckholders.”\n4. Take the money and run:When you are holding a stock or option position that brings outsized profits, either sell half of your holding or all of it — but get out. So once again, when you make big money on a trade, take the money as fast as you can — because you may not get the chance again.\n7. Stop bragging about how much money you made: Many traders who won big immediately bragged on social media (and to their jealous friends) about how much money they made on this trade. Yet the euphoric feeling they had was temporary. It usually goes away after all the money is gone. The smart (and polite) traders took their gains and kept the win to themselves\n8. That lesson has been laid bare by the anger coursing through the Reddit posts and Twitter threads of GameStop traders and the throngs cheering them on.</p>\n<p>What the Reddit investors did,more than anything else, was demonstrate in the starkest terms that they could manipulate the market in the way that so much of the public believes hedge funds and wealthy investors do every day. In doing so, they exposed the fallacy that the stock market was ever a level playing field.</p>\n<p>So now what? If any good can come from this beyond the feel-good story of some retail traders profiting at the expense of hedge funds - which may reverse before this story is over - it requires a real conversation about how to make a more fair market that nobody can manipulate, that provides the same opportunities for everyone to create wealth.</p>\n<p>Here are policy ideas to help level the playing field:</p>\n<p><b>• A transaction tax for high-frequency traders</b></p>\n<p>One of the arguments repeatedly made by critics of Wall Street is that high-frequency traders - who are buying and selling in milliseconds - have made a mockery of the idea of actual investing. These traders are often taking advantage of price discrepancies using algorithms in a way that no retail investor has any opportunity to do, creating great wealth at firms like Citadel and Virtu Financial. A transaction tax of even 0.1 per cent on the value of trades would not only raise nearly $80 billion a year, but also meaningfully reduce high-frequency trading by making it less profitable. Bills have been proposed in Congress repeatedly for such a tax and struck down.</p>\n<p>The cons: Proponents of high-frequency trading say that it creates more competition and therefore makes the market more efficient for all participants, including retail investors.</p>\n<p><b>• Disclosure of short positions</b></p>\n<p>Big hedge funds have to disclose their \"long\" positions when they cross the threshold of owning 5 per cent or more of a company's shares. No such disclosure is required for short positions. At all. Shouldn't there be? If we as a society believe transparency is important to understand who is buying up shares, it would seem logical that we also want to know who is betting against them. Some people believe that short selling itself should banned, but others believe it performs an important policing function by incentivising shareholders to scrutinise companies for fraud, chicanery or simple mismanagement.</p>\n<p>The cons: If short-sellers were forced to disclose their bets, they could find it difficult to build meaningful positions. Shorting a stock can take time, and building the position could make them targets of investors who might put them in a short squeeze, similar to what was play out over the past week.</p>\n<p><b>• End private meetings between companies and big investors</b></p>\n<p>Passing important information that is not publicly disclosed to all investors is illegal. But big investors travel across the country constantly to visit chief executives and privately grill them about their businesses. The retail investor cannot get in these meetings. While most executives are careful not to pass news of impending earnings or a merger, it is hard to believe that big investors would spend the time and money to get these meetings if they did not believe that doing so provided them with an edge that they could not get otherwise.</p>\n<p>The cons: Companies often say they want to hear from their biggest investors and get feedback on their performance. Some big investors also say that given the amount of money at stake - especially when making a long-term investment commitment - they want to know the management team personally.</p>\n<p><b>• Access to private investments for anyone with smarts, not wealth</b></p>\n<p>The United States Securities and Exchange Commission (SEC) says that only \"accredited investors\" can put money in private investment vehicles like venture capital and private equity funds, which often generate some of the biggest returns. Historically, being an accredited investor was measured by wealth. The SEC recently changed the rule to allow people with deep financial experience to invest even if they don't meet the wealth thresholds. What about a test for anyone who wants to become an accredited investor, like a driver's licence for investing? This would create a fairer system and ensure anybody putting money in the most risky vehicles has the required financial literacy to fully understand the risks.</p>\n<p>The cons: Even the most sophisticated investors lose sometimes, but someone with a lot of wealth has a cushion. Someone with less to lose may be forced to rely on the social safety net when an investment goes wrong. And a financial literacy test for everyone might mean some of the wealthiest investors won't take - or pass - the exam, preventing money from being invested in risky but important early-stage companies.</p>\n<p><b>• End payment for order flow</b></p>\n<p>When Robinhood, the brokerage app, was introduced, its biggest innovation was eliminating trading commissions. The move was a huge hit, and the company grew so quickly that other brokerage firms eliminated their fees too. So how does it make money? Robinhood's unique insight was that it could charge market makers to execute trades for it. Market makers, in turn, extract a profit for fulfilling each trade and insights from the flood of data. In the case of Robinhood, Citadel Securities executes a majority of its trades and represents its biggest source of revenue. That has created questions about conflicts of interest and instilled a sense of distrust in the system. Ending the practice could give retail investors more confidence that the prices of their trades reflect prevailing conditions on exchanges and not private arrangements between brokers and other parties.</p>\n<p>The cons: This is a big one - trades would not be free. There will be philosophical debates about whether this was a genuine protest against hedge funds and inequality or a pump-and-dump scheme masquerading as a moral crusade. Eventually, we will learn whether this was a transformational moment powered by social media that will shift the investing landscape forever, or a short-term blip that soon fades away.\nWhat is less up for debate is this: The public has a deep distrust of the stock market and everything it represents. That lesson has been laid bare by the anger coursing through the Reddit posts and Twitter threads of GameStop traders and the throngs cheering them on.\nWhat the Reddit investors did,more than anything else, was demonstrate in the starkest terms that they could manipulate the market in the way that so much of the public believes hedge funds and wealthy investors do every day. In doing so, they exposed the fallacy that the stock market was ever a level playing field.\nSo now what? If any good can come from this beyond the feel-good story of some retail traders profiting at the expense of hedge funds - which may reverse before this story is over - it requires a real conversation about how to make a more fair market that nobody can manipulate, that provides the same opportunities for everyone to create wealth.\nHere are policy ideas to help level the playing field:\n• A transaction tax for high-frequency traders\nOne of the arguments repeatedly made by critics of Wall Street is that high-frequency traders - who are buying and selling in milliseconds - have made a mockery of the idea of actual investing. These traders are often taking advantage of price discrepancies using algorithms in a way that no retail investor has any opportunity to do, creating great wealth at firms like Citadel and Virtu Financial. A transaction tax of even 0.1 per cent on the value of trades would not only raise nearly $80 billion a year, but also meaningfully reduce high-frequency trading by making it less profitable. Bills have been proposed in Congress repeatedly for such a tax and struck down.\nThe cons: Proponents of high-frequency trading say that it creates more competition and therefore makes the market more efficient for all participants, including retail investors.\n• Disclosure of short positions\nBig hedge funds have to disclose their \"long\" positions when they cross the threshold of owning 5 per cent or more of a company's shares. No such disclosure is required for short positions. At all. Shouldn't there be? If we as a society believe transparency is important to understand who is buying up shares, it would seem logical that we also want to know who is betting against them. Some people believe that short selling itself should banned, but others believe it performs an important policing function by incentivising shareholders to scrutinise companies for fraud, chicanery or simple mismanagement.\nThe cons: If short-sellers were forced to disclose their bets, they could find it difficult to build meaningful positions. Shorting a stock can take time, and building the position could make them targets of investors who might put them in a short squeeze, similar to what was play out over the past week.\n• End private meetings between companies and big investors\nPassing important information that is not publicly disclosed to all investors is illegal. But big investors travel across the country constantly to visit chief executives and privately grill them about their businesses. The retail investor cannot get in these meetings. While most executives are careful not to pass news of impending earnings or a merger, it is hard to believe that big investors would spend the time and money to get these meetings if they did not believe that doing so provided them with an edge that they could not get otherwise.\nThe cons: Companies often say they want to hear from their biggest investors and get feedback on their performance. Some big investors also say that given the amount of money at stake - especially when making a long-term investment commitment - they want to know the management team personally.\n• Access to private investments for anyone with smarts, not wealth\nThe United States Securities and Exchange Commission (SEC) says that only \"accredited investors\" can put money in private investment vehicles like venture capital and private equity funds, which often generate some of the biggest returns. Historically, being an accredited investor was measured by wealth. The SEC recently changed the rule to allow people with deep financial experience to invest even if they don't meet the wealth thresholds. What about a test for anyone who wants to become an accredited investor, like a driver's licence for investing? This would create a fairer system and ensure anybody putting money in the most risky vehicles has the required financial literacy to fully understand the risks.\nThe cons: Even the most sophisticated investors lose sometimes, but someone with a lot of wealth has a cushion. Someone with less to lose may be forced to rely on the social safety net when an investment goes wrong. And a financial literacy test for everyone might mean some of the wealthiest investors won't take - or pass - the exam, preventing money from being invested in risky but important early-stage companies.\n• End payment for order flow\nWhen Robinhood, the brokerage app, was introduced, its biggest innovation was eliminating trading commissions. The move was a huge hit, and the company grew so quickly that other brokerage firms eliminated their fees too. So how does it make money? Robinhood's unique insight was that it could charge market makers to execute trades for it. Market makers, in turn, extract a profit for fulfilling each trade and insights from the flood of data. In the case of Robinhood, Citadel Securities executes a majority of its trades and represents its biggest source of revenue. That has created questions about conflicts of interest and instilled a sense of distrust in the system. Ending the practice could give retail investors more confidence that the prices of their trades reflect prevailing conditions on exchanges and not private arrangements between brokers and other parties.\nThe cons: This is a big one - trades would not be free. By this time next year, we should know whether the move is paying off or whether competition will stunt the 172-year-old pharmaceutical giant's attempt to ignite growth.</p><p>The new Pfizer</p><p>Over the last decade, the company has been converting itself into what it calls a pure-play science and innovation-focused company. After the August 2019 deal with<b>GlaxoSmithKline</b> to create a joint venture of consumer health assets, and the November 2020 deal to combine its off-patent arm, Upjohn, with Mylan to form<b>Viatris</b>, management is finally able to devote all of its energy to the biopharmaceuticals business. The unit is surprisingly well-diversified, with no single segment comprising more than roughly a quarter of sales, as the recently reported full-year 2020 results demonstrate.</p><p><img src=\"https://static.tigerbbs.com/cc6fea5bd9e065b25b8086e128f154db\" tg-width=\"791\" tg-height=\"371\" referrerpolicy=\"no-referrer\">As the largest segment, oncology is the most important growth driver for the company. Breast cancer drug Ibrance is the best seller there, and its sales were up 9% year over year in 2020. The $5.4 billion in revenue made it the company's second best-selling drug overall. Other smaller contributors in the segment included Xtandi and Inlyta, drugs for prostate and kidney cancer, respectively. Beyond oncology, blockbuster drugs for arthritis, heart failure, and blood clots all grew at least as fast as Ibrance.</p><p>That is impressive diversification across a portfolio of drugs for many different diseases. Of course, the greatest success of 2020 was the development and rollout of Comirnaty, the COVID-19 vaccine developed with partner<b>BioNTech</b>(NASDAQ:BNTX).</p><p><img src=\"https://static.tigerbbs.com/cbee7455a05f1c2943bd0c8b890fc3e6\" tg-width=\"2000\" tg-height=\"1333\" referrerpolicy=\"no-referrer\">A bevy of competition</p><p>To maintain this kind of growth, Pfizer will have to fight off competition on nearly every front. So far, the company has shared the stage with<b>Moderna</b>in the fight against COVID-19. However, with<b>Johnson & Johnson</b>'s single-dose vaccine now authorized for emergency use, that may change fast. And there's another contender not far behind; this one, from<b>Novavax</b>, requires two shots but doesn't use a genetic delivery mechanism and has no special storage requirements. The company could see its market share shrink fast as these alternative options emerge.</p><p>In oncology, a clinical trial studying the ability of Ibrance to prevent recurrence in women after treatment for early stage breast cancer did not meet its goal. That opens the door for<b>Eli Lilly</b>'s(NYSE:LLY)competing drug, Verzenio, which did reduce the risk of recurrence in its own study.</p><p>In inflammation and immunology, patients taking arthritis drug Xeljanz were shown to be at greater risk of heart complications and cancer than if they were taking other anti-inflammatory drugs. The issue may not be with the drug itself. Instead, the entire class of JAK inhibitors -- drugs that block an enzyme that regulates immune response -- has come under scrutiny. That should give investors concern about the durability of the $2.4 billion Xeljanz produced last year. Competing drugs like<b>Abbvie</b>'s(NYSE:ABBV)Humira, which generated nearly $20 billion in sales last year, and<b>Amgen</b>'s(NASDAQ:AMGN)Enbrel, which produced $1.3 billion, take a different approach to treating inflammatory diseases.</p><p>Pfizer's best-selling drug is pneumococcal vaccine Prevnar, bringing in $5.85 billion last year. It was the highest-grossing vaccine in the world before COVID-19, and it could also be under threat. Pfizer and<b>Merck</b>(NYSE:MRK)both have improved pneumococcal vaccines for adults slated for a decision from the U.S. Food and Drug Administration this summer. However, adults only account for 20% of Prevnar sales -- and Merck's new candidate is expected to have results on its effects in children by November, a year earlier than Pfizer's. That head start could eat into sales of Prevnar for at least a year, or even longer if doctors stick with the Merck treatment once they start using it.</p><p>This time next year</p><p>A year from now, investors will have a lot more information about thegrowth prospectsfor Pfizer. Prevnar sales could be under assault, COVID-19 vaccine sales could be limited to boosters, and some of the company's blockbuster drugs could have been replaced. Management has guided for $59.4 billion to $61.4 billion in revenue this year thanks to $15 billion from COVID-19 vaccine sales, but these risks could undermine the minimum 6% annual revenue growth CEO Albert Bourla has promised beyond this year.</p><p>That said, Pfizer is mounting a defense. The company is currently investigating a third vaccine shot in the hopes that it will extend protection, in addition to developing a version of the vaccine to target the South African variant. Also, the recent launches of biosimilars should bolster the oncology segment and fill some of the gap left by the inability of Ibrance to expand beyond metastatic breast cancer. These biosimilar drugs generated $866 million in revenue last year, up 203% year over year.</p><p>2021 will be the first year of Pfizer operating in its new form. Despite the risks, the company has a broad portfolio of drugs and well-performing new products in the key oncology segment. Investors seeking stability may want to add shares to their portfolio. After the August 2019 deal withGlaxoSmithKline to create a joint venture of consumer health assets, and the November 2020 deal to combine its off-patent arm, Upjohn, with Mylan to formViatris, management is finally able to devote all of its energy to the biopharmaceuticals business. The company could see its market share shrink fast as these alternative options emerge.In oncology, a clinical trial studying the ability of Ibrance to prevent recurrence in women after treatment for early stage breast cancer did not meet its goal. That opens the door forEli Lilly's(NYSE:LLY)competing drug, Verzenio, which did reduce the risk of recurrence in its own study.In inflammation and immunology, patients taking arthritis drug Xeljanz were shown to be at greater risk of heart complications and cancer than if they were taking other anti-inflammatory drugs. The two have been swapping positions repeatedly this year.</p>\n<p>Tesla's stock is selling off for several reasons:</p>\n<p><b>Bitcoin</b></p>\n<p>Tesla announced earlier this month that it had invested $1.5 billion in bitcoin. That helped feed the recent rally in bitcoin and by some estimates earned Tesla a quick $1 billion profit — more than it has ever made from selling cars in a single year.</p>\n<p>But on Saturday, in response to a critic of Tesla's bitcoin investment, Musk tweeted that the prices of both bitcoin and another cryptocurrency called Ether \"do seem high.\" That helped to send the price of bitcoin down 9.3% in trading Monday, which may have helped to drag down Tesla shares.</p>\n<p>\"Bitcoin is the smart move at the right time for Tesla in our opinion, but on the downside its playing with firecrackers and risks and volatility are added to the Tesla story,\" said Daniel Ives, tech analyst for Wedbush Securities, who remains bullish on Tesla shares.</p>\n<p><b>Model Y pricing</b></p>\n<p>Last Thursday, Tesla cut the price of the cheapest version of its Model Y and its best-selling Model 3 cars by $2,000 each. That brought the price for the \"standard range\" Model Y, one that can travel 244 miles on a charge, to $38,490 -- and the standard range Model 3 to $34,590.</p>\n<p>But over the weekend, the cheapest \"standard range\" version of the Model Y disappeared from Tesla's sales site, leaving only the more expensive long-range and performance versions of the SUV. Tesla did not explain its decision.</p>\n<p>\"We see the plausible reasons as either: the mix was skewed too much to the cheaper variant, and thus it was going to kill their margins, or more likely there just wasn't much demand for the lower variant,\" said Gordon Johnson of GLJ Research, one of the more bearish critics on Tesla shares. He said the recent price cuts and other price cuts show that Tesla vehicles do not have the demand that its fans claim.</p>\n<p>\"Tesla can't keep its current factories running at capacity without ... price cuts,\" said Johnson in note on Monday.</p>\n<p><b>Increased competition</b></p>\n<p>Established automakers have recently set ambitious targets for their own EV sales.</p>\n<p>General Motors rolled out an SUV version of its Chevrolet Bolt a week ago, priced well below the Model Y, and announced it intends to sell only emissions-free cars after 2035.Ford set an even more ambitious EV target for its European sales, saying all of the car models it sells there will be EVs by 2030.</p>\n<p>Apple is also considering partnering with an automaker toget into the car business, according to several news reports.</p>\n<p>Those efforts are making some Tesla investors nervous, said Ives, although he believes there will be enough of a shift to EVs for multiple winners among global automakers.</p>\n<p><b>Investors got ahead of themselves</b></p>\n<p>Tesla shares peaked one day before a disappointing earnings report on January 27 that fell short of forecasts from Wall Street analysts.</p>\n<p>The earnings showed that the money Tesla made from the sale of regulatory credits to other automakers outpaced its overall net income. Critics, like Johnson, said it's proof Tesla isn't able to make money building and selling cars (although by some other profit measures Tesla is profitable).</p>\n<p>During the earnings conference call on January 27, Musk also spoke about a shortage of batteries needed to power electric vehicles. He said that even with Tesla's own in-house supply of batteries and its planned expansion of battery production, the company is scrambling to find the batteries it wants to build more vehicles.</p>\n<p>\"The fundamental limit on electric vehicles right now, in general, is total availability of [battery] cells,\" he said. For example, Musk said Tesla would have already started producing a semi-tractor if it had the batteries available to do so.</p>\n<p><b>Shares are still way up</b></p>\n<p>Tesla shares rose a market-leading 743% in 2020, as investors embraced the idea that the future of the auto industry would be electric. Tesla remains by far the most valuable automaker in the world, with a market value well above that of the eight largest automakers combined.</p>\n<p>Even with the recent decline. Tesla shares are up about 1,300% since October 2019, when it reported a third-quarter profit that surprised investors, sending shares on a tear.</p>\n<p>Some investors believe Tesla's stock flew too high. The Fed hates volatility and will do everything in its power to keep the markets calm. So once again, when you make big money on a trade, take the money as fast as you can — because you may not get the chance again.</p>\n<p><b>7. Stop bragging about how much money you made</b>: Many traders who won big immediately bragged on social media (and to their jealous friends) about how much money they made on this trade. Yet the euphoric feeling they had was temporary. It usually goes away after all the money is gone. The smart (and polite) traders took their gains and kept the win to themselves</p>\n<p><b>8. Use a time stop:</b>Time stops are not well-known or popular, but with fast-moving stocks (or when trading options), they are invaluable. In an extremely fast market, the traditional stop-limit order won’t get filled, as many of those meme-stock traders found out the hard way. Instead, after making a huge profit, set a day or time to sell. For example, you may sell the position by Friday no matter what (although selling at extremes is better — see Rule #4).</p>\n<p><b>9. Their core purpose is to efficiently connect investors with companies and other organizations that will make the most productive use of their cash.</p><p>Accurate market prices, meant to reflect a company’s expected profits and overall risk level, provide an important signal to investors whether they should hand over their money and what they should get in return. Companies like AppleAAPL,+2.58%and AmazonAMZN,+0.56%simply would not exist as we know them today without access to capital markets.</p><p>The more jaundiced view of markets focuses on episodes when markets seemingly go crazy and on the speculative gambling behavior of some traders, such as hedge funds. The GameStop saga feeds into this storyline.</p><p>But GameStop also illustrates what happens when stock prices don’t reflect reality.</p><p>The GameStop bubble</p><p>GameStop fundamentals are, to put it mildly, lackluster.</p><p>The company is a brick-and-mortar chain of video game stores. Most video game sales now take place as digital downloads. GameStop has been slow to adapt to this new reality. Its revenue peaked in 2012 at US$9.55 billion and had dropped by a third as of 2019. It hasn’t earned a profit since 2017. Put simply, it is a money-losing company in a competitive and quickly changing industry.</p><p>The recent speculative frenzy, however, increased the GameStop stock price from under $20 in early January to as high as $483 in a little over two weeks, driven by retail investors on Reddit who coordinated their buying to harm hedge funds, costing the professionals billions of dollars.</p><p>It is clearly a speculative price bubble and has some characteristics of a Ponzi scheme. Many small investors who “get on the train” late and buy at the inflated prices — especially those attracted by the extreme price moves and media coverage — will be left holding the bag.</p><p>And sooner or later, the stock price will likely come back to Earth to a level that can be supported by the fundamentals of the company. Before midday on Feb. 4, shares were trading near $70for the first time since Jan. 25.</p><p>The problems begin when that doesn’t happen until too late.</p><p>Bubbles are made to pop</p><p>Financial markets are made up of people. People are imperfect, and so are markets. This means market prices are not always “right” — and it’s often hard to know what the “right” price is.</p><p>That is true when it comes to the price bubbles in individual stocks like GameStop. The bursting of a housing bubble in 2008 triggered a global financial crisis and the Great Recession.</p><p>Too much momentum</p><p>So markets fail sometimes, and we need sensible regulation and enforcement to make such failures less likely.</p><p>Taken in isolation, the GameStop craze is unlikely to trigger a disruption to the overall stock market, especially if its price continues to fall more in line with the company’s fundamental value. This is called momentum investing, a trading strategy in which investors buy securities because they are going up — selling them only when they think the price has peaked.</p><p>If this continues, it will likely lead to more financial bubbles and crashes that could make it harder for companies to raise capital, posing a threat to the already limping U.S. economic recovery. Even if the worst doesn’t happen, large price movements and allegations of price manipulation could hurt public confidence in financial markets, which would make people more reluctant to invest in retirement and other programs.</p><p>Warren Buffett once said about stock market behavior: “The light can at any time go from green to red without pausing at yellow.”</p><p>What he meant was that markets can turn on a dime and plunge. When using this extremely risky strategy, you can make a fortune if you’re right. If you’re wrong, the losses can be incalculable. In reality, some unwary traders lost tens of thousands of dollars last week on positions that cost a few thousand dollars. Once again, don’t sell anything naked unless you’re a professional, and in this case even the pros lost big on that risky bet.</p>\n<p><b>2. Sell at the “zero point.”</b> Here’s a rule I created: If you have huge gains that disappear and you are at the zero point (i.e. break-even), sell before you have real losses. It’s better to walk away at zero than with losses.</p>\n<p><b>3. Don’t be a stubborn seller:</b>Why is it so hard for most traders to walk away at the zero point? Stubbornness. Many traders made huge gains last week only to watch those profits disappear. They refused to sell because they hoped to make their money back. If holding options, that’s not going to happen. (If you bought at or near the high, your money is gone. If you hold a stock, plan to wait months or even years to recover. Stubborn stockholders often end up as “stuckholders.”</p>\n<p><b>4. Take the money and run:</b>When you are holding a stock or option position that brings outsized profits, either sell half of your holding or all of it — but get out. I call this “selling at extremes.” Sell something when the profits are beyond your wildest expectations. We all know the story of the gambler who wins big at the casino, but doesn’t leave the table until all his money is gone. Know when to walk away from the computer. Profits are fleeting, especially when volatility skyrockets.</p>\n<p><b>5.Trade small when making longshot trades (i.e. gambling):</b>GameStop and AMC were both big gambles, and for a time the trade worked if you were long. But if you bet wrong? I spoke to a few of these traders. One lost $8,000 on a single option contract. If he had traded his normal size (30 contracts), he told me, his losses would have been more than $240,000.</p>\n<p><b>6. Don’t expect this trading frenzy to keep happening:</b>It’s possible that a group of traders on the Reddit forum will band together for more bear- or bull raids. Except Treasury Secretary Janet Yellen and Fed Chair Jerome Powell are most likely creating new rules to prevent this from repeating. The Fed hates volatility and will do everything in its power to keep the markets calm. So once again, when you make big money on a trade, take the money as fast as you can — because you may not get the chance again.</p>\n<p><b>7. Stop bragging about how much money you made</b>: Many traders who won big immediately bragged on social media (and to their jealous friends) about how much money they made on this trade. Yet the euphoric feeling they had was temporary. It usually goes away after all the money is gone. The smart (and polite) traders took their gains and kept the win to themselves</p>\n<p><b>8. Use a time stop:</b>Time stops are not well-known or popular, but with fast-moving stocks (or when trading options), they are invaluable. In an extremely fast market, the traditional stop-limit order won’t get filled, as many of those meme-stock traders found out the hard way. Instead, after making a huge profit, set a day or time to sell. For example, you may sell the position by Friday no matter what (although selling at extremes is better — see Rule #4).</p>\n<p><b>9. Sell half or all of the position:</b>It’s never an easy decision to know when to sell. If you sell too early, it’s annoying to watch the stock go higher. Sell too late and you lose money. Selling half of your holding is a reasonable alternative, but you must be prepared to sell the other half if the position goes against you.</p>\n<p><b>10. Don’t seek revenge when you lose money on a stock:</b>It’s common for traders to seek revenge on a stock they lost money on. Do not fall for this emotional trap. Trade small after you made or lost big:</b>If you’re feeling emotional about a stock, including feelings of anger or revenge, trade small. Many people who hit it big in the market can’t help but make bigger and bigger bets. Just like the gamblers at a casino, they keep trading until all their money is gone.</p>\n<p>You don’t think it can happen to you? One of the greatest speculators in the world, Jesse Livermore, made $100 million dollars in a single week in 1929. He then lost all of his money within five years. He should have moved most of his profits out of the market after his big win and traded small for the next year. Instead, he got reckless and lost it all.</p>\n<p><b>12. Don’t take on too much risk:</b>Never invest or trade with so much money that if you lost, you’d lose your house or 401(k). Brokers told me about clients who cleared out their retirement funds or took cash advances on their credit cards so they could buy GameStop and AMC. Some won, some lost, but many took on way too much risk.</p>\n<p><b>The meme-stock pyramid scheme</b></p>\n<p>Those who traded GameStop, AMC and other meme stocks thought they were trading, but they were actually participating in a gigantic pyramid scheme. Those who got in early and got out early probably did well. Those who entered late or held too long lost money.</p>\n<p>My advice: Review these 12 rules periodically. They are based on the experiences and the bad luck of thousands of other traders, including myself, who thought we were smarter than the market.
