Some companies reap higher profits when prices rise.
\n
The trick is figuring out which companies can navigate the changing landscape. Strategists at UBS did that, sifting through stocks to find the outperformers.
\n
First, though, the intricacies of inflation. When consumer demand grows for something, companies buy supplies from producers to fill that demand, and producers, in turn, raise their prices. This year is a good example. Reopenings plus trillions of fiscal stimulus dollars are lifting demand. Producer prices rose 4.2% year over year in March, the largest increase since 2011.
\n
Now, companies often pass on their costs to consumers—and if consumer inflation is strong enough, the Federal Reserve lifts interest rates, making stocks less attractive.
\n
But the companies that raise prices faster than their costs rise tend to see their shares outperform those of companies that don’t. That’s because pricing power that strong drives revenue growth and expands profit margins, combining for a high rate of earnings growth.
\n
When consumer inflation runs above a 3% annualized rate for six months, which it now has, companies with strong pricing power historically see their stocks outperform by 12 percentage points in the following year, according to UBS.
\n
UBS screened for stocks of large-capitalization companies that have had strong pricing power—and expanded profit margins—since 2010. The strategists assigned what they call a pricing power z-score, a number based on the pricing power of the company relative to other large-cap stocks; the higher the score means better pricing power. They noted many of these companies have high market share in their industries, which means they have competitive offerings, enabling them to raise price. The stocks on their list place in the top third in pricing power.
\n
Here are five of the best ones, starting with the highest score:Regeneron Pharmaceuticals (ticker: REGN) has a score of 1.69. Several of Regeneron’s drugs are competitive—and could well command high prices.
\n
Vertex Pharmaceuticals (VRTX) has a score of 1.55.Last October, Vertex posted disappointing trial results on a drug in its pipeline and fell out of favor with investors. But the $55 billion-by-market-capitalization company has a strong track record of drug pricing—and in March, Barron’s called the stock a compelling buy after the pullback.
\n
Comcast (CMCSA) has a score of 1.53. The telecommunications company is launching its Peacock streaming service. Digital entertainment subscriptions are likely to rise in price as consumers shift away from traditional television and into less-costly streaming.
\n
Jazz Pharmaceuticals (JAZZ) has a 1.48 score. The biopharm announced “positive” Phase 3 study results in late April on a new oral solution. The findings potentially support pricing power on the drug.
\n
Estee Lauder (EL) has a 1.42 score. The beauty brand is strengthening its presence in China and is seeing keen interest in its skin-care products.
\n
Inflation doesn’t always have to hurt stocks. Just look in the right places. Sorting stocks by sector may not be best for finding companies that can charge up. Companies with competitive positioning in their product categories—they’re the ticket.
","source":"lsy1601382232898","collect":0,"html":"\n
\n
\n\n\n\n
Inflation Is Coming. 5 Stocks to Buy Now.
\n\n
\n
\n
\n
\n
\nInflation Is Coming. 5 Stocks to Buy Now.\n
\n\n
\n\n\n2021-04-28 10:26 GMT+8 Barrons\n\n\n
\n\n
\n
\n
\n
Investors worry about inflation because they think it’s bad for stocks, but that isn’t necessarily the case.
