Wall Street’s optimism hinges on the company’s ability to lure new subscribers with best-in-class content, boosting margins and cash flow along the way.</p>\n<p>The 12-month average analyst price target comes in at $683, which implies a 13% gain from Tuesday’s closing price of $604.92. That’s less than the 28% increase analysts project for streaming rival Walt Disney Co., but it would extend Netflix’s streak of double-digit annual gains.</p>\n<p>“Despite market turbulence, we’re still interested in having exposure to tech companies,” said Erica Furfaro, senior portfolio analyst at ClearBridge Investments, which holds Netflix shares. “Even in a rising rate environment, being invested behind the best growth winners is still a prudent approach.”</p>\n<p>Netflix this year defied skeptics who fretted that it might stall as the world began to open up from lockdowns. After falling in the first half, the stock climbed to fresh highs on the unexpected success of South Korean show “Squid Game,” which became Netflix’s biggest series launch ever.</p>\n<p>Shares had already started to climb in early August, with the stock riding a three-month, 33% rally as Wall Street began to appreciate the slew of shows and movies coming in the third and fourth quarters, including new seasons of “Money Heist” and “Sex Education,” said Wells Fargo Securities analyst Steven Cahall.</p>\n<p>Cahall is among analysts that expect Netflix’s rally will continue, projecting that the stock will reach $800 by the end of 2022. <a href=\"https://laohu8.com/S/BPOPN\">Popular</a> content, subscriber growth and margin expansion -- the longstanding yardsticks for the company -- will remain the catalysts for shares, he said.</p>\n<p>“All the revenue is based on content,” Cahall said in an interview. “The content is the majority of their costs. And so their ability to spend on content and generate new content is really what drives these business models.”</p>\n<p><b>Fierce Competition</b></p>\n<p>For Mark Stoeckle, chief executive officer and senior portfolio manager at Adams Funds, Netflix’s valuation and streaming competition are two factors that are keeping him from turning more bullish on the stock. The Adams Diversified Equity Fund is modestly overweight Netflix versus the S&P 500 Index after buying shares in September.</p>\n<p>Netflix trades around 46 times forward earnings. Although that’s down from a recent peak of nearly 54 times in October, it still tops the Nasdaq 100 at 28 times and the S&P 500 Communication Services Index at 19.6 times.</p>\n<p>Disney, whose flagship streaming service is widely seen as Netflix’s biggest competitor, has tumbled amid concerns that subscriber growth at Disney+ is slowing and as the variant threatens a return to theme parks. The stock is heading for its first annual decline since 2016 and its worst year since 2008.</p>\n<p>Both Netflix and Disney face competition in 2022 from the direct-to-consumer service that will emerge from the merger of Discovery Inc. and AT&T Inc.’s WarnerMedia, according to <a href=\"https://laohu8.com/S/MQG.AU\">Macquarie</a> analyst Tim Nollen. Last month, he upgraded Discovery to outperform from neutral in anticipation of the deal which he said will create “<a href=\"https://laohu8.com/S/AONE.U\">one</a> of the most broad-based content offerings.” He’s neutral on Netflix on valuation and rates Disney outperform based in part on an eventual rebound at its parks and the box office.</p>\n<p>But ultimately, it’s nearly all about content, analysts say. The slate for 2022 includes new seasons for some of its biggest hits, including “Stranger Things” and “Bridgerton.”</p>\n<p>“I hate to say that these big media companies are just still in the hit business, but they are,” Cahall said.</p>\n<p><b>Buying Opportunities</b></p>\n<p>Selloffs are part of the equation, according to David Klink, senior equity analyst at Huntington National Bank, but he views them as buying opportunities for Netflix shares. Huntington Private Bank’s internal growth strategy added to its position in late November, he said.</p>\n<p>Klink had been worried that Netflix and other companies that were popular plays during Covid-19 lockdowns would struggle in 2021 as they faced tough year-over-year comparisons. Netflix proved those fears were overblown. That implies a gain of just over 6% from the index’s current level.</p>\n<p>One of the main factors behind the more upbeat view is that second-quarter earnings are coming in far higher than expected, exceeding expectations by historically wide margins. The Goldman strategists now expect aggregate earnings per share for companies in the S&P 500 will be $207 this year, up from a previous forecast of $193. For 2022, they are expecting aggregate EPS of $212, up from $202.</p>\n<p>The forecasts represent respective year-over-year growth of 45% and 2%, as pent-up demand drives this year’s profits past 2019 levels, before growth moderates in 2022. The strategists incorporated a corporate tax-rate increase into their 2022 profit projection, reducing it slightly.</p>\n<p>The other key consideration is that valuations could remain fairly high because bond yields remain low. Goldman sees stocks in the index trading at an average of 22.1 times the per-share earnings expected for the 2022, slightly higher than the current 21 times. Low bond yields reduce the appeal of investing in fixed-income securities, as well as increasing the current value of future profits.</p>\n<p>“Lower interest rates than expected support a stable forward P/E multiple of 22x,” wrote David Kostin, Goldman Sachs’ chief U.S. equity strategist.</p>\n<p>The strategists lowered their forecast for the 10-year Treasury yield to 1.6% from 1.9% by year-end. Yields are now at 1.2%, even as inflation expectations have risen and some market participants have seen buying the debt as a good trade.</p>\n<p><b>I</b>nflation is expected to be a bit over 2% for the long term, according to St. Louis Fed data, and bond investors usually demand a return greater than the rate of inflation. But the 10-year Treasury yield has remained far below expected inflation, even after a period during which some investors were piling into the debt, sending the price up and the yield down.</p>\n<p>Goldman’s 2021 target for the S&P 500 implies an earnings yield for stocks that would be 3 percentage points higher than what investors can get from bonds at 1.6%. Since then its artisans have sold $948 million worth of masks. But those investors who think this tech-powered marketplace is just a coronavirus play couldn't be more wrong. YOY = year over year. *An active buyer is <a href=\"https://laohu8.com/S/AONE.U\">one</a> that has made a purchase in the last 12 months.</p>\n<p>Gross merchandise sales on its platform declined from the holiday quarter coming into the first quarter bringing revenue down 11% quarter over quarter. But the year-over-year changes were robust, with a 127% increase in GMS, a 142% increase in the top line, and a 90% increase in active buyers.</p>\n<p>Sequentially, buyer metrics were strong across the board, showing that this platform is attracting and keeping customers, even as the coronavirus wanes. Repeat buyers grew 13% sequentially to 36.4 million and habitual buyers grew 22% to a record 7.9 million. Repeat buyers have more than one purchase day in the last 12 months, and habitual buyers rack up six purchase days in that same time period. What's even more impressive is that GMS per active buyer also hit a record of $124 in the quarter, a 20% year-over-year improvement.</p>\n<p>But the company is not resting on its laurels. A recent acquisition of fashion reseller Depop for $1.6 billion bolsters its apparel category, which put up $1.2 billion in GMS over the previous 12 months and a solid 83% year-over-year growth for the quarter. The Depop brand strengthens the company's stranglehold on \"special\" e-commerce, where 88% of buyers said they find products on Etsy that they can't find anywhere else. But wait, there's more. Last month, it extended its merger and acquisition run with a $217 million purchase of Elo7, the Etsy of Brazil. Between these two acquisitions, the company will have its hands full with integration activities and pursuing more growth in the quarters to come.</p>\n<p>With the stock off its high, don't be fooled into thinking this pullback makes the stock a bargain. It still carries a lofty valuation that might scare off value investors. Its price-to-sales ratio is in the double digits at 13 and its trailing price-to-earnings ratio tops 50. But growth investors know that they need to pay up for quality and this marketplace for artisans is a one of a kind. I couldn't pass up the value this stock is presenting right now and picked up some shares myself this past week. Maybe you'll consider joining me?</p>\n<h2>A fintech monster in the making</h2>\n<p><b>Danny Vena (SoFi Technologies): </b>Sometimes a stock goes on sale for reasons that have nothing to do with the company's business -- and that's exactly the case with SoFi Technologies. To understand what's happening with the share price requires a look at some of the provisions in the company's lock-up agreement.</p>\n<p>The special purpose acquisition company (SPAC) merger between Chamath Palihapitiya's Social Capital Hedosophia Holdings V and Social Finance was completed on May 28, and SoFi Technologies began trading on June 1. The completion of that merger started the clock ticking on the company's traditional lockup period of 180 days -- the period after which insiders and early investors could sell the stock.</p>\n<p>There were some unusual provisions included in the lock-up agreement, however, that would trigger an early end to the lock-up period for a large chunk of the shares.</p>\n<p>If SoFi stock traded above $12.50 for any 20 days during a 30-day period, 33% of the shares subject to the lock-up would be released early. For context, SoFi opened at $22.97 on June 1 and never traded below the $12.50 threshold for the entire month -- thus triggering the early release of 33% of the shares from the lock-up period.</p>\n<p>The second provision stated that if SoFi stock traded above $15 any 20 days during a 30-day period, an additional 50% of shares subject to the lock-up would be released early. SoFi stock never traded below $18.50 per share during the month of June -- triggering the early release of another 50% of shares subject to the lock-up.</p>\n<p>The flood of new shares on the market and short-selling that preceded the end of the lockup conspired to drive the stock price down. As of this writing, SoFi stock has fallen 37% from its high in early June. In cases like this, however, it's important to look to the company's business performance for insight into the future.</p>\n<p>In the first quarter, SoFi delivered revenue that grew 150% year over year, while some of its segments did even better. Its lending segment grew 105%, its technology business soared 45-fold, and its financial services segment jumped 200%. At the same time, SoFi generated its third consecutive quarter of positive adjusted EBITDA, setting the stage for future profitability.</p>\n<p>Other metrics illustrate the reasons for the company's surging revenue growth. Members grew 110% year over year, while its lending and financial services product offerings grew 12% and 273%, respectively. The number of accounts related to its Galileo financial services platform ballooned 130%.</p>\n<p>These metrics help illustrate that SoFi is firing on all cylinders. Investors should ignore the stock price decline related to the expiration of the lock-up agreement and buy shares now, while they're on sale.</p>\n<h2><b>This stock isn't melting down just yet </b></h2>\n<p><b>Chris Neiger (Snowflake):</b> Since the beginning of this year, shares of the cloud-based data platform company Snowflake have tumbled nearly 6%. The company's stock has taken a hit for several reasons that are worth a quick recap. Here are two:</p>\n<p>First, Snowflake's share price began falling in February as part of a broader sell-off of tech stocks in the market. Many investors poured money into tech stocks in 2020 as they looked for businesses that could still do well during pandemic-induced lockdowns.</p>\n<p>But then investors pivoted their attention away from tech stocks and toward other areas of the U.S. economy, sending Snowflake's and other tech companies' share prices tumbling.</p>\n<p>Second, some investors sold their Snowflake shares after the company reported its fiscal-year 2021 results in March. Sales spiked 124% from the previous year, but its net loss widened and some investors got scared Snowflake's run was over.</p>\n<p>While it's no surprise that investors don't like to see a company's losses widen, it appears that investors overlooked the company's impressive growth stats from its first quarter (reported in May) including having more than 100 customers who spend more than $1 million each with company every year.</p>\n<p>In fact, Snowflake is growing so fast that its management believes it will surpass $10 <i>billion</i> in product revenue by 2029. That impressive figure will be achieved by adding new customers and convincing them to continue spending more money on Snowflake's platform -- two things that are already happening.</p>\n<p>Snowflake now has 4,532 total customers and its net revenue retention rate is 168%. That means Snowflake's customers continue to see value from its services and continue to increase their spending with the company.</p>\n<p>With Snowflake still in the early stages of its growth, investors should remain patient with this company. Maybe you'll consider joining me?\nA fintech monster in the making\nDanny Vena (SoFi Technologies): Sometimes a stock goes on sale for reasons that have nothing to do with the company's business -- and that's exactly the case with SoFi Technologies. To understand what's happening with the share price requires a look at some of the provisions in the company's lock-up agreement.\nThe special purpose acquisition company (SPAC) merger between Chamath Palihapitiya's Social Capital Hedosophia Holdings V and Social Finance was completed on May 28, and SoFi Technologies began trading on June 1. The completion of that merger started the clock ticking on the company's traditional lockup period of 180 days -- the period after which insiders and early investors could sell the stock.\nThere were some unusual provisions included in the lock-up agreement, however, that would trigger an early end to the lock-up period for a large chunk of the shares.\nIf SoFi stock traded above $12.50 for any 20 days during a 30-day period, 33% of the shares subject to the lock-up would be released early. For context, SoFi opened at $22.97 on June 1 and never traded below the $12.50 threshold for the entire month -- thus triggering the early release of 33% of the shares from the lock-up period.\nThe second provision stated that if SoFi stock traded above $15 any 20 days during a 30-day period, an additional 50% of shares subject to the lock-up would be released early. SoFi stock never traded below $18.50 per share during the month of June -- triggering the early release of another 50% of shares subject to the lock-up.\nThe flood of new shares on the market and short-selling that preceded the end of the lockup conspired to drive the stock price down. As of this writing, SoFi stock has fallen 37% from its high in early June. In cases like this, however, it's important to look to the company's business performance for insight into the future.\nIn the first quarter, SoFi delivered revenue that grew 150% year over year, while some of its segments did even better. Its lending segment grew 105%, its technology business soared 45-fold, and its financial services segment jumped 200%. At the same time, SoFi generated its third consecutive quarter of positive adjusted EBITDA, setting the stage for future profitability.\nOther metrics illustrate the reasons for the company's surging revenue growth. Members grew 110% year over year, while its lending and financial services product offerings grew 12% and 273%, respectively. The number of accounts related to its Galileo financial services platform ballooned 130%.\nThese metrics help illustrate that SoFi is firing on all cylinders. Investors should ignore the stock price decline related to the expiration of the lock-up agreement and buy shares now, while they're on sale.\nThis stock isn't melting down just yet \nChris Neiger (Snowflake): Since the beginning of this year, shares of the cloud-based data platform company Snowflake have tumbled nearly 6%. The company's stock has taken a hit for several reasons that are worth a quick recap. Here are two:\nFirst, Snowflake's share price began falling in February as part of a broader sell-off of tech stocks in the market. Many investors poured money into tech stocks in 2020 as they looked for businesses that could still do well during pandemic-induced lockdowns.\nBut then investors pivoted their attention away from tech stocks and toward other areas of the U.S. economy, sending Snowflake's and other tech companies' share prices tumbling.\nSecond, some investors sold their Snowflake shares after the company reported its fiscal-year 2021 results in March. That means Snowflake's customers continue to see value from its services and continue to increase their spending with the company.\nWith Snowflake still in the early stages of its growth, investors should remain patient with this company. Unfortunately for investors, the transition has been in place for the better part of a decade. Those turnaround efforts include investments in cloud computing and artificial intelligence and the divestiture of legacy businesses. While there are now signs of green shoots, it is yet to be seen as to whether the seeds sown have fallen on rocky ground.</p>\n<p>Although the company has a rapidly growing business in hybrid cloud offerings, and a potential growth engine in quantum computing, it faces intense competition in the former industry and uncertain prospects in the latter. Most of the firm’s other businesses are in the doldrums, so IBM’s growth prospects are opaque.</p>\n<p>What is certain is that as of today, IBM has a reasonable and diminishing debt load and strong free cash flow.</p>\n<p>Management is attempting to address growth concerns in part by focusing on the firm’s cloud offerings, while it spins off its managed infrastructure business. That company will be named Kyndryl. However, the debt which the new entity will shoulder, along with the portion of the current dividend that it will carry, has not been divulged.</p>\n<p><b>Recent Quarterly Results</b></p>\n<p>IBM reported Q2 results last Monday. With non-GAAP EPS of $2.33, the company beat estimates by $0.04.</p>\n<p>Revenue of $18.7 billion was flat when adjusted for currency and divestitures.</p>\n<p>The negative side of the report had Systems revenue declining by 7%. However, this was largely due to the normal IBM Z mainframe cycle, down 13% year over year.</p>\n<p>The global financing division, which represents a low single digit percentage of overall revenues, was down 9%. Global technology services, which represents roughly a third of overall revenue and will largely be spun off as Kyndryl, had flattish growth.</p>\n<p>The positive side of the report had Cloud & Cognitive Software cloud revenue up 29% and Global Business Services cloud revenue up 35%. Total cloud revenue of $27 billion increased by 15% over the last 12 months, while cloud revenue grew 13% in the quarter to $7.0 billion.</p>\n<p>Net cash from operating activities hit $17.7 billion, and adjusted free cash flow totaled $11 billion over the last 12 months.</p>\n<p>Since year-end 2020, the company has reduced debt by $6.4 billion.</p>\n<p>Management guides for adjusted free cash flow of $11 billion to $12 billion in 2021.</p>\n<p><b>Where IBM Stands Tall</b></p>\n<p>IBM is viewed by many as at best a third rate IT company and at worst as a dinosaur, headed towards extinction.</p>\n<p>It is evident that the company’s revenues have declined for years; however, to accurately assess the stock, investors must understand that IBM’s legacy businesses have many strengths.</p>\n<p>For example, IBM is the world’s largest IT services company and the dominant provider of mainframes. Among the Fortune 50 companies, 47 are IBM clients.</p>\n<p>Half of the world’s wireless connections are handled by the firm.</p>\n<p>IBM's mainframe systems process nearly 90% of the globe’s credit card transactions, and 97% of the world's largest banks rely on IBM products and services. Consequently, twenty-nine billion ATM transactions are processed annually using IBM systems.</p>\n<p>Eight out of 10 global retailers rely on IBM products and services while 80% of the travel industry's reservations run through IBM systems. That results in 4 billion flight reservations being processed using the company’s IT services.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/7ace4f1436fd2697c5ad266b5017e1dd\" tg-width=\"960\" tg-height=\"721\" width=\"100%\" height=\"auto\"><span>Source: Forbes</span></p>\n<p>It is evident that IBM has a massive customer base that provides large scale recurring revenues. In many cases, moving to competitors' offerings would mean risking the transfer of sensitive information, a move many are not willing to take.</p>\n<p>However, with the transition to cloud services and open source software, there is an increased adoption by firms of mix and match IT infrastructures. In turn, this is eroding IBM’s competitive advantage associated with customer switching costs.</p>\n<p><b>The Sources Of Potential Growth</b></p>\n<p>Investors are generally aware of IBM's effort to drive growth through its hybrid cloud offerings. However, when questioned at JPMorgan’s recent investor conference, CFO Jim Kavanaugh provided insight into how hybrid cloud drives revenue in some of IBM’s other divisions.</p>\n<blockquote>\n For every $1 (in business) we land on a hybrid cloud platform, we see $3 to $5 of software drag and $6 to $8 of services drag overall.\n</blockquote>\n<p>Of course, Kavanaugh is using drag to refer to increased revenue in software and services associated with adoption of IBM’s hybrid cloud. If Kavanaugh’s claims are accurate, that means every dollar spent on the company’s hybrid cloud platform translates into $9 to $13 in additional revenue from the firm’s software and services offerings.</p>\n<p>Because hybrid cloud uses a mix of on-premises private cloud and public cloud services, it offers clients a degree of data privacy. This is of particular concern for customers in healthcare and financial services. Consequently, I would posit that IBM might have an advantage in competing with other hybrid cloud providers as it has extensive relationships within those industries.</p>\n<p>I reviewed a variety of prognostications regarding projected growth rates for the hybrid cloud market. The most recent study, which also falls in the middle of other predictions, is by Mordor Intelligence. That firm forecasts a CAGR of 18.73% from 2021 through 2026.</p>\n<p>Investors should be aware that the major operators in this space are Cisco (CSCO), Hewlett Packard (HPE), Amazon (AMZN), Citrix Systems (CTXS), and IBM.</p>\n<p>The following chart provides a record of the firm’s total cloud growth over the last six quarters.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/5fc85156e70f6caf8ae809f76126a723\" tg-width=\"576\" tg-height=\"336\" width=\"100%\" height=\"auto\"><span>Source: Company reports / Chart by Author</span></p>\n<p>Aside from cloud, there is another source of potential growth, although it is unlikely to materialize soon.</p>\n<p>Early in 2019, IBM introduced the Q System One. IBM Q systems are the world's first quantum computer designed for scientific and commercial use.</p>\n<p>Pardon the pun, but quantum computers represent a quantum leap in technology. Prescient And Strategic Intelligence forecasts a CAGR of 56% for the industry through 2030 with the quantum computer market share reaching nearly $65 billion.</p>\n<p>For additional insights regarding quantum computing and IBM’s position within that industry, I point you to my article, “IBM: Why My Eye Is Fixed On Big Blue.”</p>\n<p><b>Understanding Kyndryl</b></p>\n<p>Once Kyndryl is launched, it will have more than 90,000 employees and more than 4,600 customers in 115 countries. With a $60 billion services backlog, the new entity will begin with projected revenues of $19 billion. At twice the size of its closest competitor, the company will be the world’s largest managed infrastructure services provider.</p>\n<p>The split will transform IBM from a company that pulls half of its revenue from services to a firm with its software and solutions businesses generating over half of its revenue on a recurring basis.</p>\n<p>Global Business Services, which currently constitutes 22% of the company’s revenue, will account for over 40% of sales. Here it is important to note that the division grew revenue by 12% year over year in the last quarter.</p>\n<p>IBM will retain Red Hat and its solution provider business, the systems businesses, and its mission-critical public cloud service, and a software portfolio focused on big data, AI, and security.</p>\n<p>Initially, the two companies will each be the largest customer of the other.</p>\n<p>What remains to be known regarding the spinoff is how much debt each company will shoulder, and the share of the dividend that the companies will pay. Krishna stated the two companies will work together to sustain the current payout level.</p>\n<p><b>Has IBM Turned The Corner?</b></p>\n<p>Anyone who follows IBM knows the company has experienced an extended period of poor results. The following chart provides a record of the firm’s quarterly FCF over the last fourteen quarters.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/60cc8b82052f97dd449205999ee30711\" tg-width=\"577\" tg-height=\"337\" width=\"100%\" height=\"auto\"><span>Source: Data from ycharts / chart by author</span></p>\n<p>While this is not proof positive that the company is back on track, the recent trend is at least encouraging.</p>\n<p>In 2020, IBM generated $10.8 billion in free cash flow. Management guides for adjusted free cash flow of $11 billion to $12 billion in 2021. This excludes $3 billion in structural impacts related to the Kyndryl spinoff.</p>\n<p>The CEO recently stated he expects IBM to generate $12 billion to $13 billion in FCF in 2022.</p>\n<p><b>Debt And Dividend</b></p>\n<p>While investors can rightfully complain of a variety of management moves over the years, the firm has maintained a reasonable debt profile while engaging in a number of acquisitions.</p>\n<p>The company has reduced the debt by roughly $18 billion since its peak in mid-2019. IBM maintains an investment level credit rating, and the following chart provides a record of the company’s progress paying down debt of late.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/b73e613157c486a5f5e8306546121971\" tg-width=\"1280\" tg-height=\"720\" width=\"100%\" height=\"auto\"><span>Source: IBM Presentation</span></p>\n<p>IBM has a yield of 4.64%, a payout ratio a bit below 61%, and a 5 year dividend growth rate of 4.26%. As previously noted, following the spinoff of Kyndryl, the two companies will team to provide a payout equivalent to the current dividend.</p>\n<p><b>Is IBM Stock Overvalued?</b></p>\n<p>IBM shares trade for $141.13. The average 12 month price target of 8 analysts is $153.50. The price target of the 3 analysts rating the stock since the last earnings report is $151.33.</p>\n<p>IBM has a P/E of 24.05x and a forward P/E of 17.67x. This compares to its five year averages of 16.42x and 13.25x respectively. It is well below the sector average which is in the low thirties for both metrics.</p>\n<p>The 3 to 5 year PEG provided by Seeking Alpha Premium is 1.16x. Schwab calculates a PEG of 1.49x, and Yahoo does not provide a PEG ratio.</p>\n<p>I believe the current P/E ratios for the stock reflect investors anticipating increased growth for IBM once the spinoff is complete. The PEG ratios show the stock is reasonably valued.</p>\n<p><b>Is IBM Stock A Good Long-Term Investment?</b></p>\n<p>IBM has an entrenched but evolving position among many of the largest companies on the globe. Unfortunately, the cloud, which is seen as the company’s primary avenue for growth, could also lead to a slow deterioration in some of the firm’s legacy businesses.</p>\n<p>That the cloud business has been growing at a rapid pace is manifest: IBM can now boast of over 3,200 clients using the firm’s hybrid cloud platform. That is nearly four times the number just prior to the Red Hat acquisition.</p>\n<p>If management’s claims are accurate, the hybrid cloud platform will create robust growth in the software and services division’s revenues. Among the Fortune 50 companies, 47 are IBM clients.\nHalf of the world’s wireless connections are handled by the firm.\nIBM's mainframe systems process nearly 90% of the globe’s credit card transactions, and 97% of the world's largest banks rely on IBM products and services. Consequently, twenty-nine billion ATM transactions are processed annually using IBM systems.\nEight out of 10 global retailers rely on IBM products and services while 80% of the travel industry's reservations run through IBM systems. That results in 4 billion flight reservations being processed using the company’s IT services.\nSource: Forbes\nIt is evident that IBM has a massive customer base that provides large scale recurring revenues. In many cases, moving to competitors' offerings would mean risking the transfer of sensitive information, a move many are not willing to take.\nHowever, with the transition to cloud services and open source software, there is an increased adoption by firms of mix and match IT infrastructures. In turn, this is eroding IBM’s competitive advantage associated with customer switching costs.\nThe Sources Of Potential Growth\nInvestors are generally aware of IBM's effort to drive growth through its hybrid cloud offerings. However, when questioned at JPMorgan’s recent investor conference, CFO Jim Kavanaugh provided insight into how hybrid cloud drives revenue in some of IBM’s other divisions.\n\n For every $1 (in business) we land on a hybrid cloud platform, we see $3 to $5 of software drag and $6 to $8 of services drag overall.\n\nOf course, Kavanaugh is using drag to refer to increased revenue in software and services associated with adoption of IBM’s hybrid cloud. If Kavanaugh’s claims are accurate, that means every dollar spent on the company’s hybrid cloud platform translates into $9 to $13 in additional revenue from the firm’s software and services offerings.\nBecause hybrid cloud uses a mix of on-premises private cloud and public cloud services, it offers clients a degree of data privacy. This is of particular concern for customers in healthcare and financial services. Consequently, I would posit that IBM might have an advantage in competing with other hybrid cloud providers as it has extensive relationships within those industries.\nI reviewed a variety of prognostications regarding projected growth rates for the hybrid cloud market. The most recent study, which also falls in the middle of other predictions, is by Mordor Intelligence. That firm forecasts a CAGR of 18.73% from 2021 through 2026.\nInvestors should be aware that the major operators in this space are Cisco (CSCO), Hewlett Packard (HPE), Amazon (AMZN), Citrix Systems (CTXS), and IBM.\nThe following chart provides a record of the firm’s total cloud growth over the last six quarters.\nSource: Company reports / Chart by Author\nAside from cloud, there is another source of potential growth, although it is unlikely to materialize soon.\nEarly in 2019, IBM introduced the Q System One. IBM Q systems are the world's first quantum computer designed for scientific and commercial use.\nPardon the pun, but quantum computers represent a quantum leap in technology. Prescient And Strategic Intelligence forecasts a CAGR of 56% for the industry through 2030 with the quantum computer market share reaching nearly $65 billion.\nFor additional insights regarding quantum computing and IBM’s position within that industry, I point you to my article, “IBM: Why My Eye Is Fixed On Big Blue.”\nUnderstanding Kyndryl\nOnce Kyndryl is launched, it will have more than 90,000 employees and more than 4,600 customers in 115 countries. With a $60 billion services backlog, the new entity will begin with projected revenues of $19 billion. At twice the size of its closest competitor, the company will be the world’s largest managed infrastructure services provider.\nThe split will transform IBM from a company that pulls half of its revenue from services to a firm with its software and solutions businesses generating over half of its revenue on a recurring basis.\nGlobal Business Services, which currently constitutes 22% of the company’s revenue, will account for over 40% of sales. Here it is important to note that the division grew revenue by 12% year over year in the last quarter.\nIBM will retain Red Hat and its solution provider business, the systems businesses, and its mission-critical public cloud service, and a software portfolio focused on big data, AI, and security.\nInitially, the two companies will each be the largest customer of the other.\nWhat remains to be known regarding the spinoff is how much debt each company will shoulder, and the share of the dividend that the companies will pay. Krishna stated the two companies will work together to sustain the current payout level.\nHas IBM Turned The Corner?\nAnyone who follows IBM knows the company has experienced an extended period of poor results. The following chart provides a record of the firm’s quarterly FCF over the last fourteen quarters.\nSource: Data from ycharts / chart by author\nWhile this is not proof positive that the company is back on track, the recent trend is at least encouraging.\nIn 2020, IBM generated $10.8 billion in free cash flow. Management guides for adjusted free cash flow of $11 billion to $12 billion in 2021. This excludes $3 billion in structural impacts related to the Kyndryl spinoff.\nThe CEO recently stated he expects IBM to generate $12 billion to $13 billion in FCF in 2022.\nDebt And Dividend\nWhile investors can rightfully complain of a variety of management moves over the years, the firm has maintained a reasonable debt profile while engaging in a number of acquisitions.\nThe company has reduced the debt by roughly $18 billion since its peak in mid-2019. IBM maintains an investment level credit rating, and the following chart provides a record of the company’s progress paying down debt of late.\nSource: IBM Presentation\nIBM has a yield of 4.64%, a payout ratio a bit below 61%, and a 5 year dividend growth rate of 4.26%. As previously noted, following the spinoff of Kyndryl, the two companies will team to provide a payout equivalent to the current dividend.\nIs IBM Stock Overvalued?\nIBM shares trade for $141.13. The average 12 month price target of 8 analysts is $153.50. The price target of the 3 analysts rating the stock since the last earnings report is $151.33.\nIBM has a P/E of 24.05x and a forward P/E of 17.67x. This compares to its five year averages of 16.42x and 13.25x respectively. It is well below the sector average which is in the low thirties for both metrics.\nThe 3 to 5 year PEG provided by Seeking Alpha Premium is 1.16x. Schwab calculates a PEG of 1.49x, and Yahoo does not provide a PEG ratio.\nI believe the current P/E ratios for the stock reflect investors anticipating increased growth for IBM once the spinoff is complete. The PEG ratios show the stock is reasonably valued.\nIs IBM Stock A Good Long-Term Investment?\nIBM has an entrenched but evolving position among many of the largest companies on the globe. Unfortunately, the cloud, which is seen as the company’s primary avenue for growth, could also lead to a slow deterioration in some of the firm’s legacy businesses.\nThat the cloud business has been growing at a rapid pace is manifest: IBM can now boast of over 3,200 clients using the firm’s hybrid cloud platform. That is nearly four times the number just prior to the Red Hat acquisition.\nIf management’s claims are accurate, the hybrid cloud platform will create robust growth in the software and services division’s revenues. When combined with the spinoff of Kyndryl’s slow growing managed infrastructure services business, it is reasonable to believe IBM will witness increased growth.\nIBM has a solid balance sheet, a robust yield, and when viewed using PEG ratios as a basis for valuing the stock, the shares are trading at a bit of a discount.\nAll considered, I rate IBM as a BUY.\nI think the worst case short to mid-term scenario is that the company experiences slow growth while investors collect a rather robust dividend.","news_type":1},"isVote":1,"tweetType":1,"viewCount":420,"authorTweetTopStatus":1,"verified":2,"comments":[],"imageCount":0,"langContent":"CN","totalScore":0}],"hots":[],"lives":[]}
